"My banker called yesterday. Asked me about my working capital position. I told him it's fine. Then I hung up and realized I have no idea what working capital actually is."

He's a sharp owner. He'd built his business from $0 to $24M over 18 years. He could read his P&L. He understood his bank balance. He just had never been told what working capital was or why his banker kept asking about it.

We told him: working capital is the single most important balance sheet number in your business. Managing working capital on purpose is CFO work. It’s how you turn “I hope we’re fine” into “I know how much cushion we actually have.

It determines your bonding capacity. It determines whether the bank stays nervous or relaxed. It determines what you actually take home when you eventually sell. And almost every $10M-$70M construction owner we work with either doesn't understand it or doesn't manage it intentionally.

Three months later, his working capital position was up $480K with zero change to revenue or margin. Just disciplined management of what was already his.

Let's dive in.

What working capital actually is, in plain English

Working capital is the cushion between what you can collect soon and what you owe soon.

The formula: Working capital = Current assets minus current liabilities.

Current assets are things you can convert to cash within 12 months: cash itself, accounts receivable, retainage receivable, inventory, short-term notes receivable.

Current liabilities are things you owe within 12 months: accounts payable, accrued expenses, the current portion of long-term debt, customer deposits, short-term notes payable.

If you have $4M of current assets and $2.5M of current liabilities, your working capital is $1.5M.

That number is your cushion. It's what stands between your business and the moment a slow-paying customer, an unexpected expense, or a job that takes longer than expected creates a cash problem.

For a $24M construction business, $1.5M of working capital is probably acceptable. For a $24M business with $400K of working capital, the cushion is gone and the next bad week could be a crisis.

Why construction working capital is uniquely brutal

Construction businesses run on tighter working capital cycles than almost any other industry. Five reasons:

1. Retainage. 5-10% of every progress billing gets held back until project completion. That money is technically a receivable but it might be 6-18 months from being cash. We covered the retainage dynamics separately.

2. Progress billing review cycles. Even after you invoice, the customer's PM, owner's rep, and sometimes architect or lender all need to review and approve before payment moves. Typically adds 30-60 days to the cycle.

3. Pay-when-paid clauses. Many subcontractor agreements say you pay them after you get paid by the GC or customer. When the customer is slow, your subs become unhappy, and the cash flow waterfall compresses.

4. Mobilization costs. Every new job carries upfront costs (permits, bonds, initial labor, equipment moves) that hit before billings catch up. Multiple jobs starting at once can drain working capital fast.

5. Seasonal swings. Civil and commercial work both have seasonal patterns. Cash inflow and outflow rarely line up neatly within a single quarter.

The combined effect: construction businesses regularly have $3M-$8M of working capital tied up at any moment on a $20M-$50M revenue business. That capital is not idle. It's funding the gap between work performed and cash collected.

How banks and sureties read working capital

Two external relationships care deeply about your working capital position, and both of them base decisions on the numbers.

How banks read it

Your bank uses working capital as a primary covenant for most lines of credit and term loans. The most common metric is the current ratio: current assets divided by current liabilities.

A current ratio of 1.0 means current assets exactly equal current liabilities. Below 1.0 is technically "negative working capital" and a serious red flag. Most bank covenants require a current ratio of at least 1.3x or 1.5x.

For a contractor with $4M of current assets and $2.5M of current liabilities, the current ratio is 1.6x. Comfortable. For the same contractor with current liabilities of $3.2M, the ratio drops to 1.25x and the bank starts asking questions.

How sureties read it

Sureties care even more about working capital than banks do, because their entire underwriting model depends on you having enough financial cushion to absorb operational hiccups.

Sureties typically look at:

• Working capital dollars (current assets minus current liabilities)
• Net working capital after adjustments (excluding stale receivables, slow-paying customers, intercompany balances)
• Working capital to backlog ratio (your cushion relative to the work you have under contract)

A typical surety wants to see working capital equal to roughly 10-15% of your aggregate bonding program. For a contractor with $30M of aggregate bonding capacity, that's $3M-$4.5M of working capital expected.

The five levers that move construction working capital

Five things, on a controllable timeline, drive working capital up or down in any construction business.

These aren’t bookkeeping hacks. They’re capital allocation decisions that happen to show up in the GL.

Lever 1: DSO improvement

Faster collection of receivables shrinks your accounts receivable balance, which (counterintuitively) doesn't change working capital directly but moves cash into the higher-quality liquid asset on the same side of the balance sheet. More importantly, faster collection means less working capital tied up in slow receivables and more available for operations.

A 20-day DSO improvement on a $30M business pulls roughly $1.7M of cash into the business. We covered the DSO mechanics in our DSO reduction post.

Lever 2: Retainage management

Older retainage gets discounted in surety analysis and reduces your effective working capital from the surety's perspective. Active retainage management (defining release triggers, closing punch lists, chasing release on a schedule) accelerates retainage to cash. We covered the system in detail in our retainage post.

Lever 3: WIP positioning

The over-billed and under-billed positions on your WIP schedule directly affect working capital. Over-billings (billings in excess of costs) sit on the balance sheet as a current liability and reduce working capital. Under-billings (costs in excess of billings) sit as a current asset and increase working capital but represent uncollected work.

The healthy position is a modest over-billed aggregate. Heavy over-billings indicate aggressive front-loading that the surety will discount. Heavy under-billings indicate slow invoicing that's costing you cash. We covered the WIP mechanics in our WIP schedule post.

Lever 4: Payables timing

Slowing payables stretches working capital in the short term but damages relationships with subs and vendors and can show up as a red flag in surety analysis. Most $10M-$70M contractors should pay subs on schedule and use payables timing as a tactical tool, not a strategic one.

The exception: paying early to capture vendor discounts is usually positive ROI even though it shrinks working capital temporarily.

Lever 5: Owner distributions and capital decisions

This is the biggest controllable lever and the one most owners don't see as a lever at all.

Every dollar of owner distribution reduces equity, which reduces working capital. Every $100K distribution drops your current ratio and your surety's view of your cushion.

The timing matters as much as the amount. A $400K distribution on December 28th lands on your year-end financial statement and drives the surety's February review. The same $400K distribution on January 5th doesn't appear on the year-end financials and the surety doesn't see it the same way.

This is why distribution timing is one of the topics we work through carefully with every Civil CFO client. The decision isn't just tax planning. It's bonding capacity planning, banking relationship planning, and exit value planning.

The math: what working capital improvement is worth

Let's put numbers on this. A $30M civil contractor with the following starting position:

• Current assets: $5.5M
• Current liabilities: $4.0M
• Working capital: $1.5M
• Current ratio: 1.375x

The bank covenant requires a 1.3x minimum. The surety expects $3M+ of working capital for the current bonding program. The contractor is operating at the bank covenant minimum and below the surety's comfort zone.

With 12 months of disciplined working capital management (DSO down 20 days, retainage receivable down by 40%, WIP discipline tightened, distributions held to scheduled amounts), the picture might shift to:

• Current assets: $5.7M (better receivable composition, less old retainage)
• Current liabilities: $3.5M (cleaner payables, no surprise accruals)
• Working capital: $2.2M
• Current ratio: 1.63x

That's $700K of additional working capital. The implications:

• Bank covenant cushion expanded from zero to material
• Surety bonding capacity moves closer to the program's working capital expectation, which reduces discounting factors in the next review and often unlocks 10-20% more aggregate capacity at the renewal
• Less reliance on line of credit, saving roughly $40K-$70K in annual interest expense
• Reduced anxiety around any single slow-paying customer
• A cleaner financial statement going into any future transaction discussion

None of this required new revenue, margin improvement, or external capital. It was disciplined management of what was already in the business. The path to full surety comfort (closing the gap from $2.2M to the $3M+ expectation) typically takes another 12-24 months of retained earnings and continued discipline.

How working capital changes the exit conversation

For owners planning a sale, ESOP, or other exit (covered in our ESOP and exit planning post), working capital position at the time of transaction is one of the most heavily negotiated elements of the deal.

Most construction M&A transactions are structured with a working capital target. The buyer expects the business to be delivered with working capital equal to a baseline (often a 12-month trailing average). If working capital at closing is above the target, the seller gets the excess. If below the target, the buyer deducts the shortfall from the purchase price.

For a $25M business with a typical $3M working capital target, a $500K shortfall at closing reduces seller proceeds by $500K. A $500K excess increases seller proceeds by $500K. The difference between sloppy and disciplined working capital management in the 24 months before sale is often $1M+ to the owner at closing.

This is one of the reasons we work on working capital intentionally with every Civil CFO client, especially those within a 5-year exit window.

1. First 60 days: establish baseline working capital position and benchmark against bank covenants and surety expectations.

We had a Monthly Strategy Call last fall with a $34M commercial GC. He was tracking backlog the way most owners do: one number, on a sticky note, updated whenever he remembered.

"We've got $42 million in backlog," he said. "Best year I've ever seen."

We asked five questions.

How much of that is signed? How much is verbal commitments? How much is repeat customer versus new? What's the average margin in the backlog versus your trailing margin? And when does each piece of work hit the calendar?

He had answers to none of them. Which means his $42 million in backlog was a feeling, not a number.

Three months later, two of the verbal-only jobs went elsewhere, and one signed job pushed eight months because the customer's financing fell through. His actual workable backlog turned out to be closer to $26 million. That's a $16 million swing in the forward picture, and he had built his hiring plan, his equipment purchases, and his bid pipeline on the $42 million number.

This is what backlog management without discipline does.

Let's dive in.

What construction backlog is, technically

Backlog is the value of contracted work that hasn't been completed yet. It's the work you've already won but haven't yet billed or built.

The textbook formula is:

Backlog = Total contract value of all signed jobs minus revenue already recognized (or billed) on those jobs

That's the number that goes on bonding applications, financial statements, and bank covenant calculations.

That number is also almost useless for operating decisions. Because it's a single static figure that says nothing about timing, mix, margin, or risk.

The seven things a useful backlog report tells you

A working backlog report (the kind we build with every Civil CFO client) shows seven dimensions, not one.

1. Signed versus verbal

Signed work is contracted, with a PO or executed agreement. Verbal work is a customer who's said yes but hasn't signed. The conversion rate from verbal to signed is never 100%. For most contractors it's 70-85% depending on customer type and the maturity of the relationship.

Most owners blend signed and verbal into one "backlog" number. They shouldn't. Verbal backlog has roughly a 20% discount built in for jobs that won't materialize.

2. By customer

Concentration risk is the silent killer in construction backlog. If 65% of your $30M backlog is one customer, you don't have $30M of backlog, you have a customer relationship risk that the bank and the surety will both flag.

We watch customer concentration in every engagement. Anything over 30% from a single customer needs a story.

3. By project type and division

Different work has different margins. If your backlog is shifting from a 14% gross margin division to a 9% gross margin division, your forward profitability is dropping even if revenue is growing. The aggregate backlog number hides this.

4. By project size

Five $2M jobs is not the same as one $10M job. The risk profile, the cash flow demands, the management bandwidth, and the bonding requirements are all different. Backlog concentrated in one or two large jobs raises execution risk.

5. By timing

When is each piece of work actually going to start, peak, and complete? Backlog that's all scheduled for next quarter is a hiring and cash flow problem. Backlog spread across 18 months is a planning opportunity. The aggregate number tells you nothing about either.

6. By margin

Estimated gross margin on every job in backlog versus your trailing actuals. If your backlog margin is 11% and your trailing actuals are coming in at 8%, you've got a 3-point fade problem you can predict ahead of time. We covered this dynamic in our change orders and profit fade post.

7. By risk

Some jobs in backlog have execution risk: a new customer, a new project type, a difficult site, an aggressive schedule. The CFO needs to know which jobs carry the risk so cash flow planning can absorb a margin miss.

The two ratios every owner should track monthly

Beyond the backlog dollar value, two ratios tell you whether your backlog position is healthy or dangerous.

Backlog-to-revenue ratio

Formula: Total signed backlog / Trailing 12-month revenue

This tells you how many months of revenue your pipeline represents.

• Below 0.5x (under 6 months): You're at risk of revenue gap if the next bid cycle is slow
• 0.5x-1.0x (6-12 months): Normal operating range for most contractors
• 1.0x-1.5x (12-18 months): Strong position, but watch capacity
• Above 1.5x (18+ months): You may be saying yes to work you can't execute well; selectivity and capacity are issues

These ranges are starting points, not rules. Civil contractors with longer lead times often run higher backlog ratios. Specialty trades with short job cycles run lower. The right ratio is the one that matches your work mix.

Backlog burn rate

Formula: Monthly revenue / Backlog at start of period

How much of your backlog are you consuming per month versus replenishing? If you're burning $3M of backlog per month and adding $2M, you're shrinking. If you're burning $3M and adding $4M, you're growing.

The aggregate number hides this. Two contractors with the same $30M backlog can be in completely different positions: one is growing into it, the other is winding down.

The link between backlog, WIP, and cash

Backlog feeds the WIP schedule, which feeds the 13-Week Cash Flow Forecast, which feeds operating decisions. These four documents (backlog, WIP, cash forecast, P&L) are the operating dashboard of a CFO-run construction business.

Most owners look at the P&L. Some also look at the WIP. Very few look at the backlog with discipline. Almost none look at all four in the same conversation.

When all four are running together, you can answer questions like:

• What's the predicted revenue for Q3, and how confident are we?
• Where will cash bottom out over the next 13 weeks, and what's driving it?
• Which jobs in backlog are likely to fade margin?
• When do we need to hire the next field crew, and can we afford to?
• What's our bonding capacity outlook six months from now?

A contractor running on a P&L and a sticky-note backlog cannot answer any of those questions with confidence.

How backlog ties to bonding capacity

Sureties look closely at backlog and work-on-hand when evaluating bonding capacity. The aggregate dollar value matters, but the composition matters more.

Heavy concentration in one customer reduces your effective capacity. Backlog with a mix of completed-job-types-you-can-prove-out increases it. Verbal backlog gets discounted heavily or excluded entirely. Backlog scheduled to peak simultaneously raises execution risk.

Common backlog management mistakes

We see the same six mistakes repeatedly in $10M-$70M contractor engagements.

1. Blending verbal and signed backlog into one number. Different reliability, different risk, different conversation. Track them separately.

2. Tracking backlog dollar value only. Margin, customer mix, timing, and size are all part of the picture. The dollar value alone is misleading.

3. Updating backlog quarterly or annually. A monthly minimum cadence is required. Weekly is better in active bid season. Quarterly means you're operating on stale information.

4. Not tying backlog to capacity. $30M in backlog with three project managers might be the same operational reality as $15M in backlog with two project managers. Capacity is the constraint that nobody tracks.

5. Counting projects that haven't actually been won. "We're going to get the Riverside job" is not backlog. Until there's a signed contract or a confirmed verbal commitment, it's pipeline, not backlog.

6. Ignoring backlog margin. If the work you're winning has 200-300 basis points less margin than what you've been delivering, your forward profitability is dropping as it happens. Most owners don't see it until the P&L confirms it 9-12 months later.

What a CFO-run backlog process looks like

In every Civil CFO engagement, backlog is one of the standard agenda items on the Monthly Sales and Operations Update Call. Here's what that conversation looks like:

• Updated backlog report broken out across the seven dimensions above
• Backlog-to-revenue ratio versus 90 days ago
• Backlog burn rate versus replenishment for the trailing period
• Top 5 jobs by dollar value with margin estimate, timing, and risk flag
• New verbal commitments since last month and what's required to convert them
• Lost bids since last month and what we learned from them
• Forward capacity question: do we have the field teams, equipment, PMs to execute this backlog?

This conversation, done monthly, transforms how owners think about the business. Backlog stops being a confidence-boosting sticky-note number and starts being the leading indicator of revenue, cash, and margin.

What backlog discipline actually changes

For the $34M commercial GC we mentioned at the start: six months into the engagement, his backlog reporting was on a different planet. He knew which $1.5M of his backlog was at risk of not converting. He knew his backlog margin had drifted from 11.4% to 9.8% and which divisions caused it. He knew his Q2 capacity utilization would peak at 96% and he needed to slow bid acceptance on small jobs to leave room for a $4.5M civil package he had a 70% probability of winning.

That clarity changed three decisions in the first six months:

1. He turned down two small jobs that would have squeezed his Q2 capacity
2. He pushed his estimating team to raise prices on the project types showing margin fade
3. He delayed a $400K equipment purchase by 90 days based on the revised cash forecast

Each of those decisions saved or made $200K-$500K. None of them were possible with a sticky-note backlog.

A civil contractor we work with had DSO sitting at 73 days when we started the engagement. He'd been running the business for 22 years and assumed that's just what construction looked like.

What DSO is, and why construction DSO looks the way it does

Days Sales Outstanding is the average number of days it takes to collect a dollar of revenue after the invoice goes out. The formula is:

DSO = (Accounts Receivable / Total Revenue) × Number of Days

For most industries, healthy DSO is 30-45 days. Construction routinely runs 50-90+ days, and most owners accept that as normal.

It's normal in the sense that it's common. It is absolutely not necessary. Construction DSO is structurally higher than other industries because of three things:

1. Monthly progress billing. Most other industries invoice when goods ship or services complete. Construction invoices on a monthly cycle, which builds in 15-30 days of average lag before the invoice even goes out.
2. Progress billing review and approval cycles. A $300K progress invoice goes through a PM review, an owner's rep review, sometimes an architect's review, sometimes a lender's review. That's another 15-30 days.
3. Retainage. 5%-10% of every billing gets held back until project completion, often months after the work was done. We covered the retainage piece in our retainage post.

So construction DSO will never get down to a SaaS company's 30 days. But the difference between a well-runconstruction business at 40-55 DSO and a normal-run construction business at 70-90 DSO is millions of dollars in working capital on any contractor over $10M.

The cost of a high DSO, in dollar terms

For a $20M contractor:

• DSO of 90 days = A/R of $4.9M tied up at any given moment
• DSO of 60 days = A/R of $3.3M tied up
• DSO of 45 days = A/R of $2.5M tied up

Difference between 90-day DSO and 45-day DSO on a $20M business: $2.4 million of working capital. Cash. Yours, sitting in someone else's bank account.

At an 8% line of credit cost, that's $192K per year in interest expense if you're funding it with debt. At 10% margin, that's the equivalent of $1.92M of additional revenue you'd need to generate to make the same money.

This is why DSO is one of the four highest-leverage numbers in your business and why a CFO who isn't paying attention to it isn't actually doing the job.

The five places construction DSO actually breaks

We've worked DSO improvement on hundreds of contractor engagements. The same five issues account for almost all of the avoidable DSO. Fix these, and 20-30 days come off DSO in 90 days. Fix only some, and you'll get partial credit.

1. The invoice goes out late

The job did $480K of work in March. The invoice goes out on April 12th. Net 30 means it gets paid May 12th. Total cycle from work-performed to cash-collected: 42 days.

If the invoice had gone out on April 1st, total cycle: 30 days. You've just lost 12 days of DSO on every single billing because somebody on the team didn't have a hard April 1st deadline.

Most contractors at $10M-$70M have their monthly billing cycle drift by 7-14 days because nobody owns the invoice cutover date. Fix the date, set the deadline, every PM has draft billings to accounting by the 25th, invoices out the 1st. That's the easiest 7-14 days of DSO improvement most businesses have.

2. The invoice has paperwork problems

The customer requires AIA-format pay applications with notarized lien waivers. The invoice goes out with the wrong form, missing the waivers, or with math that doesn't tie. The customer kicks it back. The PM has to fix it. The cycle restarts.

This adds 15-30 days per occurrence. On a $20M business with 50 active invoices per month, even a 10% kick-back rate is 5 invoices a month spending an extra 20 days on average to collect. Math out at $20K-$30K of working capital cost per month.

The fix: a closeout checklist on every billing, plus a quick reconciliation between the PM and accounting before the invoice goes out. Twenty minutes per billing. Saves weeks.

3. Nobody is chasing receivables

The invoice went out. It's now 45 days overdue. Nobody has called the customer. The reason is usually a combination of three things: the owner doesn't want to bother the customer ("they're a good customer"), accounting isn't empowered to call, and nobody is looking at the A/R aging weekly.

This is the second-biggest source of preventable DSO. Just calling the customer at day 7 past due, day 21 past due, and day 35 past due collects faster, every single time, on every single invoice, with rare exception.

4. The aging report isn't reviewed at the owner level

The accounting team sees a customer drifting from 60 to 75 days. The PM doesn't see it. The owner doesn't see it. The customer keeps drifting because nothing in your business is escalating to the level where the owner picks up the phone.

Most contractors review the A/R aging quarterly or monthly. We review it on the Monthly Sales and Operations Update Call with every Civil CFO client. Different cadence, different conversation, different result.

5. The customer has structural payment delays you haven't priced in

Some customers (large national GCs, certain public agencies, certain developers) have structural payment cycles of 60-90 days regardless of what you do. That's a contract pricing decision, not an operations decision.

If you have a customer who consistently pays in 75 days and your pricing assumes 30, you're financing them at 45 days of interest cost per dollar of revenue. Either price that in or stop working for them. Pretending it's a collection problem won't fix it.

The 90-day DSO reduction plan

This is the playbook we run with new Civil CFO clients when DSO is a priority. None of it is complicated. Most contractors just haven't put it in one place.

Days 1-30: Set up the visibility

• A/R aging on the agenda for every Monthly Sales and Operations Update Call
• Aging segmented by customer, by job, and by aging bucket (current, 1-30, 31-60, 61-90, 90+)
• Retainage receivable broken out separately
• Top 10 aged invoices listed by dollar value with names and phone numbers
• A weekly 15-minute call between owner or controller and the person doing the actual chasing

Days 31-60: Tighten the front end

• Set a hard monthly invoice cutover date (1st of every month is standard)
• All PMs deliver draft billings to accounting by the 25th of the prior month
• Closeout checklist for every billing (forms correct, lien waivers attached, math tied)
• 15-minute PM/accounting reconciliation before invoice sends

Days 61-90: Tighten the back end

• Day 7 past due: automated email reminder
• Day 21 past due: phone call from accounting
• Day 35 past due: phone call from PM or controller
• Day 60 past due: phone call from owner, document the conversation
• Day 90 past due: escalation, potential lien filing depending on state and customer

If you run this sequence consistently, the customers who can pay on time will pay on time. The customers who can't will surface fast, which lets you make the decision on whether to keep working with them.

What DSO improvement is actually worth

For the $20M civil contractor we mentioned at the start:

• Starting DSO: 73 days, A/R of $4.0M
• 90-day target DSO: 50 days, A/R of $2.7M
• Cash released into the business: $1.3M

That $1.3M is enough to fund 8-10 weeks of payroll. It's enough to take down the line of credit by 40%. It's enough to buy a $400K piece of equipment with cash. It's enough to fund the next bid season without sweating Friday.

And it doesn't require new sales, margin improvement, or debt. It's collecting what you've already earned, faster.

For comparison, generating the same $1.3M of cash through new revenue at a 10% net margin requires $13M of additional revenue. Improving DSO is the highest-ROI cash project in most construction businesses.

DSO and the 13-Week Cash Flow Forecast

Every Civil CFO client has a rolling 13-Week Cash Flow Forecast updated monthly. The accounts receivable side of that forecast depends entirely on DSO assumptions.

When DSO comes down by 20 days, the forecast tightens by hundreds of thousands of dollars over the rolling 13 weeks. The forecast goes from "we'll probably be fine" to "here's exactly where we'll be." That's the difference between running the business and hoping.

Most contractors at $10M-$70M don't even know what their DSO is in any given month. The CFO seat fixes that first, then fixes the underlying mechanics, then watches the forecast tighten week by week.

Days Sales Outstanding is the average number of days it takes to collect revenue after invoicing. For construction, it's calculated as (Accounts Receivable / Total Revenue) × 365 (or 90 or 30 days, depending on the period). Healthy construction DSO is 40-55 days; many contractors run 70-90 days unnecessarily.

What's a good DSO for a construction company?

40-55 days is achievable and healthy for most $10M-$70M contractors. Anything over 60 days usually has 10-20 days of avoidable lag that can be removed with disciplined billing and collections. Below 40 days is rare and usually only seen in trades with shorter billing cycles.

He didn't even know it was there.

The job started in 2019 and finished years ago.

But because of how the timing worked between audit, tax recognition, and over-billings, that profit got buried.

He's not a bad operator. He's a great operator. $37M backlog, $700K revenue per employee, with a strong cash position.

But when you run a construction business at scale, the money you earned five years ago can still be hiding from you today.

Over-billings. Under-recognized revenue. WIP that ran on provisional numbers because engineer approvals lagged 25 days. Audit adjustments that pushed profit into a different period than the work itself.

They're not wrong. But the P&L is a snapshot, not the whole story. 

The balance sheet is where the timing games live.

So how does $3M in profit go missing?

Three thing usually:

1. Over-billings that never got trued up.

You bill ahead of cost to keep cash flowing. That’s standard practice. But when the job closes, if the final WIP reconciliation isn't airtight, that over-billing can stay on your books as money you owe even after you've already done the work to earn it.

Your profit gets stuck looking like money you still owe.

2. Audit and tax timing mismatches.

Your auditor and your tax guy don't count revenue the same way. The difference has to go somewhere. It goes on your balance sheet. And it stays there, because both of them are technically doing their job.

3.  Slow engineer approvals.

Say your engineer takes 22-25 days to approve your billing. For those three weeks, your books are guessing. You earned the money. Your reports don't know it yet. Sometimes they never figure it out. Stack that across a few years and a few big jobs, and there's significant money sitting in the wrong place.

Nobody cheated. Nobody messed up. This is just what happens when a contractor grows faster than his accounting can keep up.

Here's what to do this week:

Pull your balance sheet.

Look at billings in excess of costs. Look at any deferred revenue line. Look at retainage that's been sitting longer than the project that generated it. If any of those numbers look stale, older than 18 months on a closed job, that's where to start digging.

A commercial GC client came to us at the end of his second quarter with what he thought was a working capital problem.

Revenue was up 18% year over year. Backlog was strong. Margins were holding. But he was tapping his line of credit every other week and couldn't figure out why.

We pulled his receivables aging and his retainage receivable schedule.

He had $1.6 million sitting in retainage. Across 14 jobs. Some of it was 11 months past the project's substantial completion date.

He didn't have a working capital problem. He had a $1.6 million accounts receivable problem and his accounting team had stopped chasing it because it was "just retainage." That's $1.6 million of his money, sitting in a customer's bank account, earning the customer's interest, on jobs that were finished.

That story is the most common cash flow issue we see in $10M-$70M construction companies. And almost none of them are tracking it the way they need to.

Let's dive in.

What retainage is, in plain English

Retainage (sometimes called retention) is the portion of a contractor's payment that the customer holds back on every progress invoice until the project is complete. Standard practice is 5%-10% of each billing. Public works projects often have it written into the contract by statute. Commercial private projects almost always negotiate some form of it.

The theory: the customer holds back 5%-10% as a guarantee that the contractor finishes the work, completes the punch list, and delivers a finished project. Once the project hits substantial completion and the punch list closes, retainage releases.

The practice: retainage release is one of the most administratively friction-loaded events in construction billing, and most contractors are losing 60-180 days of cash on every job because nobody is actively chasing it.

The math on what retainage is actually costing you

A $25M commercial GC with 5% retainage on every job is, at any given moment, sitting on roughly $1.25M of retainage receivable assuming a normal revenue mix and project duration.

If that retainage takes 90 days post-completion to release on average instead of 30 days, the contractor is funding an extra 60 days of carrying cost on the full $1.25M balance. Run the numbers: 60 days out of 365 against $1.25M is roughly $205K of working capital tied up on average, every single day, on a permanent basis.

At 8% borrowing cost on the line of credit, that's $16K per year in interest the contractor is paying to fund the customer's cash position. On a $25M business at 3% net, $16K is 2% of the year's profit. Wiped out by administrative friction.

That's the small number. The bigger one is what happens when retainage stretches past 6 months on multiple jobs at once, which is what happened to the GC above. That's when retainage stops being an interest cost and starts being a liquidity event.

Why retainage release runs late (and it's not what you think)

Most contractors blame customers for slow retainage release. Sometimes that's right. More often, it isn't.

We've worked retainage release across hundreds of jobs at this point. The same five issues account for most of the delay, and four of them are inside your business.

1. The contract didn't define the release trigger

The contract says retainage releases "upon project completion" or "upon final acceptance." Those are not events. They're concepts. Real triggers are: substantial completion certificate signed, punch list closed and signed off, final lien waivers submitted, as-builts delivered, O&M manuals handed over, training complete.

If the contract doesn't define which event triggers release, your client gets to define it. They will define it generously to themselves.

2. The punch list is still open

Six months after substantial completion there's still a door latch and a paint touch-up on the punch list. They cost you $400 of subcontractor time to fix. They're stopping $80K of retainage from releasing. Nobody on your team has prioritized closing them because they're not interesting.

3. The paperwork isn't ready

Final lien waivers from every subcontractor and supplier. Conditional and unconditional waivers, sometimes both. Final affidavits. As-builts. Closeout documents. Each one has to be in hand on the customer's terms before they cut the retainage check. Half-finished closeout packages sit on a PM's desk for weeks.

4. Nobody's chasing it

The PM is on the next job. The accounting team isn't tracking retainage release dates because the system doesn't surface them. The owner is focused on backlog. Three months after substantial completion the retainage hasn't been requested, much less paid.

5. The customer is using your money

This is the one most owners assume is the whole story. Sometimes it is, especially with developers or general contractors who are themselves cash-stretched. They have your retainage in their account. They don't want to release it. They'll find paperwork reasons not to.

Of the five, the fifth is the only one outside your control. The other four are your business. Fix those and you'll release retainage two to four months faster on average.

The four-step retainage management system

This is the system we install with every Civil CFO client in the first 90 days of an engagement. None of it is complicated. Most contractors just don't do it.

Step 1: Track retainage as a separate receivable

Stop letting retainage hide in your A/R aging like it's a normal invoice. Move it to a separate retainage receivable account in your GL. Track it by job, by retainage percentage, by substantial completion date, by expected release date.

Most contractors have retainage on their balance sheet as a single number. We want it as a schedule with one line per job. Without the schedule, you can't manage it. Without managing it, you don't release it.

Step 2: Define the release triggers in the contract before the job starts

This is where the actual money is made. Before the contract gets signed, you (or your team, or your construction attorney) writes in specific, measurable release triggers. Examples:

• 50% of retainage releases at substantial completion certificate signing
• The remaining 50% releases 30 days after punch list closure
• Punch list closure is defined as: signed punch list with zero open items
• Final 5% releases upon delivery of as-builts and O&M manuals

This level of specificity makes retainage release a checklist, not a negotiation. The customer can't drag it out indefinitely because the contract is unambiguous about what triggers what.

Step 3: Close the job out actively

Substantial completion happens. The PM's instinct is to leave the punch list open and move to the next job. That's the discipline failure that costs $200K-$500K across a portfolio.

Build a closeout protocol. Punch list closure has a deadline. Closeout package assembly is on the PM's job. As-builts and O&M manuals are non-negotiable.

We've seen contractors with detailed mobilization protocols and zero demobilization protocol. That's where retainage dies.

Step 4: Chase release on a schedule

The owner or controller pulls the retainage receivable schedule weekly. Any retainage older than the contract trigger date gets a follow-up email that day. Anything 60 days past trigger gets a phone call. Anything 120 days past gets escalated.

Just doing this on a schedule, with no system change beyond a calendar reminder, will pull $200K-$500K of cash forward for most $10M-$70M contractors in the first quarter we install it.

Retainage and bonding capacity

There's a second reason to manage retainage actively: it directly affects your bonding capacity.

Sureties look at retainage receivable as part of your working capital position. Retainage that's released on schedule looks like a healthy receivable. Retainage that's aged 180+ days looks like a collection risk and starts getting discounted in the surety's analysis.

A $25M civil contractor with $1.6M in retainage where $600K is over 180 days old will lose some portion of that $600K from the surety's working capital calculation. That's $300K-$600K of bonding capacity lost on a $5M-$10M single-job limit. Not because the contractor lost money. Because the contractor lost the receivable position.

Retainage and the WIP schedule

Retainage shows up on the WIP schedule in two places: as a portion of billings to date (since you've billed it but it's been retained), and as a portion of receivables (since the customer owes it to you).

The most common WIP mistake we see around retainage: contractors who are technically overbilled on a job but who don't realize that 5%-10% of the "billings" are retainage that won't actually be collected for months. They're showing a healthy overbilled position that's masking an actual cash problem.

A clean WIP schedule separates the retainage portion of billings from the collectible portion. So does a clean A/R aging.

What retainage discipline looks like in practice

A specialty trade contractor we work with came to us with $1.1M in retainage receivable across 18 jobs. About $400K of it was over 120 days old. We installed the four-step system in their first 60 days of the engagement.

Twelve months later: retainage receivable was $620K across 16 jobs. The dollar amount on the balance sheet dropped because they were collecting it faster, not because revenue dropped. Working capital improved by $500K with zero change to revenue, margin, or financing. Bonding capacity went up at the next surety review for the same reason.

It wasn't a new system. It wasn't software. It was a schedule, a discipline, and somebody owning it.

What we do with retainage at Civil CFO

In every engagement, retainage is one of the line items we review on the Monthly Sales and Operations Update Call. The retainage receivable schedule is part of the standard monthly CFO report. We track the age of every dollar of retainage by job. We chase release with you (and sometimes for you) the same way we'd chase any other receivable.

We've had clients pull $400K-$800K out of stale retainage in the first six months of an engagement just by paying attention to it. That's not consulting magic. It's money that was already theirs.

Retainage is rarely the most exciting topic in a CFO conversation. It's almost always one of the most lucrative.

The owner of a $19M mechanical contractor brought us in last spring because his banker had asked him a question he couldn't answer.

The banker was reviewing his trailing 12 months of financials. "What's your direct labor as a percentage of revenue?"

The owner pulled up his P&L. His direct labor line said $4.2M. His revenue said $19.1M. He did the math: 22%.

The banker frowned. "Industry benchmark is closer to 32-35% for your work mix. Why are you so low?"

The owner didn't know. We did.

His chart of accounts had been set up by his bookkeeper in 2014 on a template designed for a plumbing repair shop. His "Labor" line was mixing direct field crews with supervisors with project managers with shop guys. His "Payroll Taxes" line wasn't allocated anywhere. His "Benefits" account included both his crews and his wife's family health plan.

His banker was reading 22% labor cost. His actual direct labor cost, calculated correctly, was 31.4%. Right in the industry benchmark.

That sounds like an accounting nit. It wasn't. He was using the 22% number to set bid markups. He was using it to plan hiring. He was using it to compare against competitors. Every operating decision he'd made for three years had been built on a number that wasn't actually his number.

The chart of accounts is not just a bookkeeper's filing system. It's the structure your entire financial picture sits on top of. If it's wrong, every number you read is wrong. Let's dive in.

What a chart of accounts actually is (in owner terms)

The chart of accounts (your accountant might call it the COA) is the list of every line where money can be recorded in your business.

Every dollar that comes in or goes out lands on a line. The lines roll up into categories. The categories produce your P&L and your balance sheet. The P&L and balance sheet are what you, your banker, your surety, your CPA, and (someday) a buyer read to understand your business.

If the lines are wrong, the categories are wrong. If the categories are wrong, the P&L is wrong. If the P&L is wrong, every decision built on it is built on the wrong number.

This is why owners who walk into a Fractional CFO conversation are sometimes surprised that one of the first things we look at is the chart of accounts. It's not exciting. It's not strategic. It's foundational. And it's wrong in most $10M-$70M construction businesses we've worked with.

The five signs your chart of accounts is broken

You don't need to read your COA to know if it's wrong. Five signs in your business will tell you.

Sign 1: Your P&L doesn't show gross margin by division

If your monthly P&L shows one revenue line and one big "expenses" line at the bottom, your COA is set up for a small business, not a construction business.

A working construction P&L shows revenue by division (civil, commercial, service work, whatever your major work types are) and direct costs by the same divisions. Gross margin shows up by division. Without that view, you can't tell which work is actually profitable. The aggregate number hides everything.

Sign 2: Your job cost reports don't agree with your P&L

You pull a job cost report. It says you made $148K on the Westbrook job. You pull the P&L for the same period. The numbers don't tie. You ask your bookkeeper why. She shrugs.

This is one of the most common signs of a broken COA. The job cost system and the GL aren't talking. Usually because direct costs and indirect costs are mixed in the same accounts, and the job costing system is making different assumptions than the financial statements.

This is one of the patterns we covered in our breaking through the $10M wall post. When the structures don't match, neither number is trustworthy. You're operating blind.

Sign 3: Your banker or surety asks questions you can't answer

The banker asks about your direct labor percentage and you can't tell him. The surety asks about your shop overhead and you don't know where to find it. Your CPA's year-end financials look different from your monthly internal financials.

These are signs your COA isn't producing the cuts of data your external partners need. A well-structured COA produces the same answer no matter who's asking. A broken one produces different answers from different reports.

Sign 4: Your year-end financials always come with big surprises

Every March, your CPA finishes the year-end financials and the numbers look meaningfully different from the monthly P&Ls you'd been reading. Inventory adjustments, WIP adjustments, expense reclassifications. The CPA needs to make significant journal entries to get the year-end statements to look right.

Big year-end adjustments usually mean the COA structure isn't producing reliable monthly numbers. The annual cleanup is patching what the monthly process couldn't catch.

Sign 5: Your monthly close takes 20+ business days

A clean COA, paired with disciplined accounting, produces a monthly close within 10-15 business days. When closes are running 20+ days every month, something in the underlying structure is fighting the process. Often the COA is part of the problem.

What gets distorted when the COA is wrong

Five operating consequences when your COA is broken. We see them constantly.

1. Your gross margin is misleading. You bid the next job based on a gross margin that isn't your actual gross margin. The bid is structurally too low or too high.

2. Your overhead looks bigger than it is. Direct costs are hiding in overhead. You spend energy cutting administrative costs that aren't the problem.

3. Your job costing lies to you. PMs get evaluated on margins that don't reconcile to the GL. The accountability conversation is impossible because the data isn't trustworthy.

4. Your bonding agent reads you wrong. Working capital, current ratio, and net worth calculations come out distorted. Your bonding capacity ends up lower than your business actually warrants.

5. Your enterprise value takes a hit. When you eventually sell (or even just go for major financing), the buyer's or lender's due diligence finds the structural issues and discounts the price. We covered the valuation dynamic in our construction company valuation post.

This isn't theoretical. We've seen contractors lose 1-2 turns of EBITDA multiple at sale because their financial statements told a confusing story. For a $25M business at $2M EBITDA, that's $2M-$4M of enterprise value lost. From accounting structure.

What a good construction COA produces

You don't need to know the account numbers. You need to know what a good COA should give you. Six things:

1. Revenue cleanly broken out by division (or project type, or however your business naturally segments).
2. Direct costs broken out the same way as revenue, so gross margin by segment is visible.
3. Labor and labor burden separated from each other and separated from non-construction salaries. We covered the labor burden mechanics in our labor burden post.
4. Equipment costs in their own section so you can tell what owning your fleet actually costs.
5. WIP balances on the balance sheet (the technical terms are "costs in excess of billings" and "billings in excess of costs"; they're what ties your WIP schedule to your financial statements). We covered the WIP mechanics in our WIP schedule post.
6. Retainage receivable tracked separately from regular accounts receivable.

When your COA produces these six things, your monthly financials become decision-quality. Your banker, your surety, your CPA, and (eventually) a buyer all read the same story. Your job cost reports tie to the GL. Your gross margin is the truth.

When to rebuild and when to leave it alone

Not every messy COA needs to be rebuilt. The question is whether the gap between what your COA produces and what you need it to produce is hurting decisions.

Rebuild signs:

• Your job cost reports don't reconcile to the GL
• Your gross margin by division is invisible
• Your banker or surety asks questions you can't answer
• You can't tell what your labor cost ratio is
• Year-end CPA adjustments are large or surprising
• You can't produce clean monthly internal financials

Who should be doing this work

The COA design is not the owner's job. It's also not the bookkeeper's job alone. Here's the right split:

• The owner's job: Recognizing the signs. Knowing what a good COA should produce. Funding the rebuild if needed.
• The Fractional CFO's job: Defining what the reports need to produce. Specifying the structural requirements. Coordinating with the CPA on tax implications. Pressure-testing the output once it's built.
• The senior controller or accounting team's job: Designing the underlying account structure based on the requirements. Implementing the structure. Coding transactions correctly going forward.
• The CPA's job: Reviewing for tax compliance. Producing year-end financials within the new structure.

When this split is clean, the rebuild takes 60-120 days and produces structural reporting improvement for years. When it's not clean (usually because the owner is trying to direct accounting, or the bookkeeper is trying to do CFO-level reporting design without the strategic context), the rebuild stalls and the same problems return six months later.

The conversation to have with your accounting team

Three questions worth asking your accountant or controller this week:

1. Can you show me my gross margin by division for the last three months? If they can produce this in 10 minutes from existing reports, your COA is probably fine. If they need to manually build it, the COA isn't structured for it.
2. Do my job cost reports tie to my GL? If yes, your structure is working. If the answer is "mostly" or "with adjustments," you have a gap worth diagnosing.
3. What would it take to produce decision-quality monthly financials within 10-15 days of month-end? If they have a clear answer, good. If the answer is "more time" or "different software," you may have a structural issue.

These three questions surface the diagnosis most owners don't know how to ask.

Specifically, a construction-focused Fractional CFO owns:

Why generic Fractional CFOs don't work for construction

We say this constantly. It's not marketing. It's the operational reality of the industry.

Construction is one of the most financially complex industries at any revenue size. As an example, construction cash flow is structrually brutal! Here's why generic Fractional CFOs almost always struggle:

Percentage-of-completion accounting. Construction uses POC for revenue recognition under GAAP. It's a method most other industries don't deal with at the same scale or complexity. A generalist CFO will (usually) know what it is but won't have run a monthly POC reconciliation, won't know how to read profit fade signals in the WIP, and won't catch underbilling patterns intuitively.

Retainage. Most other industries have nothing analogous. A SaaS or ecommerce Fractional CFO has never had to model retainage release dates by job, push for releases, or factor retainage into working capital projections.

Bonding and surety. A non-construction CFO has likely never sat in front of a surety. The financial statement positioning required to optimize bonding capacity is construction-specific and learned through repetition.

WIP at a strategic level. Generalists treat the WIP as an accounting document. Construction-specific CFOs treat it as the operating dashboard. Massive difference in how it gets read and what gets surfaced.

Job costing methodology. Construction job costing has nuances (equipment allocation, labor burden, indirect overhead absorption, change order capture) that don't exist in other industries. Get the methodology wrong and your entire financial picture is wrong.

Pay-when-paid dynamics. The cash flow waterfall in construction is structurally unique. A non-construction CFO will routinely forecast cash optimistically because they don't understand how the timing actually works.

Change order management. The construction-specific discipline around capturing, pricing, and billing change orders (covered HERE) is foreign to almost every other industry.

Backlog and revenue visibility. A construction CFO reads backlog as a forward indicator of revenue, margin, and cash. A SaaS CFO reads ARR (annual recurring revenue). They're not the same skill.

This isn't about elitism. It's about pattern recognition. A CFO who's run finance at an 8- or 9-figure contractor has internalized hundreds of construction-specific patterns. A CFO who hasn't is reading from a book or learning from YouTube.

For a $50M civil contractor, that pattern recognition is worth multiples of the retainer fee. For a generalist CFO, the construction learning curve usually means the first year of the engagement is the contractor paying tuition.

• Owner is involved enough to be the strategic partner alongside the CFO
• Complexity is moderate. Multiple contract types, but not a global footprint
• Capital structure is straightforward (line of credit, equipment financing, owner equity)
• The hiring market for full-time construction CFOs is brutal and you don't have 12 months to recruit

When full-time CFO becomes worth it:

• $80M+ in revenue with sustained growth
• Complex capital structure (multiple credit facilities, private debt, equity partners)
• M&A activity (acquiring or being acquired)
• Multiple entities or divisions requiring dedicated finance leadership

The math gets interesting in the middle. A $40M civil contractor with relatively clean operations is often better off with a strong Fractional CFO at $12K-$15K/month than with a full-time CFO at $300K-$500k/year all-in. The full-time CFO is one person doing one business, and replacing one if it doesn't work out takes 6-12 months.

What to look for in a construction Fractional CFO

If you're shopping for a Fractional CFO, here's what separates the operators from the marketers.

Construction operating experience: not just construction CPA work

The single most important question: Has every Fractional CFO on the team actually sat in the CFO seat of an 8- or 9-figure contractor?

The right answer is yes. If the answer is "we have construction-experienced Fractional CFOs," dig deeper. What does experienced mean? CPAs who served construction clients aren't the same as CFOs who ran the seat. Controllers who worked for contractors aren't either. The seat itself is the differentiator.

Construction-pure firm vs generalist with a "construction vertical"

A firm that does SaaS, ecommerce, manufacturing, professional services, and construction is not specialized in any of them. Construction is too complex to treat as a vertical inside a generalist practice.

Look for firms that work exclusively with construction. Their hiring filters for it. Their internal training reinforces it. Their pattern library compounds across their client base. Your business benefits from that depth.

A published process

If a firm can't tell you exactly what their onboarding looks like, what their monthly cadence is, and what deliverables you'll receive then they're likely making it up as they go. The best Fractional CFO firms have published their process because they're not afraid of competitors seeing it. The process is the moat.

Communication style that matches the owner

You're going to be talking to this person every month for years. The chemistry matters. Some owners want direct, blunt, challenging. Some want collaborative and gentle. Neither is right or wrong, but they need to match. A great CFO with the wrong communication style is the wrong CFO for that owner.

References from contractors of similar size

Talk to two or three current clients of the firm. Specifically clients in roughly your revenue range and segment. Ask:

• What changed in your business in the first 90 days?
• What changed in the first year?
• What's the worst thing about working with the firm?
• Would you hire them again knowing what you know now?

Pay attention to the third question. The honest answer reveals a lot.

Pricing transparency

If a firm won't give you a fixed monthly retainer and instead bills hourly, walk away. Hourly billing kills the relationship. You stop emailing questions because the meter starts. The whole value of a Fractional CFO is the on-demand access between scheduled calls. Hourly destroys it.

Red flags

Three patterns that should slow you down or stop you entirely:

1. The bait-and-switch staffing model. Senior partner or CFO sells the engagement. "Junior CFO" runs the actual work. The CFO/partner shows up at quarterly reviews (if you're lucky). We've replaced more of these than we can count. Ask in the sales process: Who specifically will run my account day-to-day? How often will I talk to an actual CFO?

2. "We ffdo every industry." Construction is not just another industry. The structural complexity is significant. Generalists will spend the first year of the engagement learning your business on your dime. You can't afford to pay their tuition. Pick a specialist.

3. No published process. If the firm can't tell you what onboarding looks like, what the monthly cadence is, and what deliverables you'll receive. They're improvising. Improvisation doesn't compound into pattern recognition. You want a firm with a system, not a firm that's making it up.

A well-run business at 4% net margin can disappear in 90 days if cash isn't managed. A poorly-run business at 8% net margin can survive longer than it should because the margin gives it forgiveness. Cash is the master variable. Everything else is downstream of it.

Let's dive in.

Why construction cash flow is uniquely brutal

Every business deals with cash flow. Construction deals with a structural cash flow problem that almost no other industry shares.

The problem isn't that construction work pays poorly. It pays fine. The problem is the shape of how construction cash moves. The timing, the conditional nature of payment, the lumpiness, the seasonal swings, the way work gets performed weeks or months before it gets converted to invoice and converted again to cash.

Eight structural factors compound on each other:

1. Retainage. Five to ten percent of every invoice gets withheld. On public work, sometimes more. The retained money releases on substantial completion, final completion, or final lien releases. Months later, sometimes a year later, sometimes longer on slow GCs. On a $5M job at 10% retention, that's $500K of cash you've earned that's sitting in the customer's bank account, not yours.

2. Progress billing cycles. You bill once a month on a schedule of values. The invoice has to be reviewed, approved, and processed. Best case, 30 days from work to cash. Realistically, 45-60 days. On public work or slow GCs, 75-90 days.

3. Pay-when-paid. If you're a subcontractor, you're being paid only after the GC is paid by the owner. If you're a GC, the same delays cascade down to your subs. Either way, the timing risk lives somewhere in the chain.

4. Mobilization costs. Every new job has a cash chunk going out before any cash comes in. Insurance, bonds, materials, mobilization-period labor, equipment moves. That money is on the bill before the first pay app gets cut.

5. Seasonal swings. Civil and exterior contractors carry vastly different revenue numbers across the year. Payroll, equipment payments, insurance, and overhead don't get smaller in February. The cash trough between fall and spring is consistent and predictable, and most contractors are still surprised by it every year.

6. Change order lag. Work performed in the field today might not be billed for 60 days and not be paid for another 60. The labor is out the door now. The reimbursement is two quarters away.

7. Schedule slippage. When a job's schedule slips by 30 days, the cash collection slips by 30 days. The cost runs at full speed regardless.

8. Dispute exposure. Any portion of work that gets disputed by the customer sits in AR aging until someone resolves it. Most contractors don't have a defined escalation process for disputes, so disputed work ages slowly toward writeoff.

Add them up. The structural reality is that construction businesses carry 60-90 days of work in the collection pipeline at any given time. That work has already been costed. The cash hasn't arrived yet. The contractor is funding the gap.

Industry payment data has consistently shown the construction sector collectively carries hundreds of billions of dollars in delayed payments at any given moment. That's the structural picture.

The structural picture is the problem. Most contractors don't fight the structure. They just live with it and hope.

Hope is not a strategy.

The 6 cash flow killers we see in every $10M+ contractor

After running cash flow systems for contractors across heavy civil, commercial GC, specialty trades, and residential GC work, six patterns show up consistently. They're not the only ones, but they're the ones that account for the majority of cash flow pain at this size.

1. No rolling forecast

The single most common pattern. The owner is running cash off:

• His bank app balance
• An accounting-system cash flow report that's already historical
• A vague sense of what's coming in
• Hope

A 13-week forecast run with discipline surfaces cash troughs 6-11 weeks before they hit. That's enough warning to chase AR, accelerate billing, defer a vendor payment, draw on a line strategically, push out a hire, or have an uncomfortable conversation with a customer about an unpaid invoice. Without the forecast, none of those actions are available. You're reacting to a Friday that's already arrived.

2. Slow billing

Billing is treated as an administrative function in most contractors. The PM gets to the pay app when he gets to it. Accounting processes it when they receive it. The customer takes their full window to pay.

What you don't realize is that every week of billing delay is a week of your working capital financing your customer's business.

If your pay applications go out on the 15th of the month for the prior month's work, you're financing your customer for an average of 30 days plus their payment cycle. If your pay apps go out on the 25th, you're financing them for 40 days plus their payment cycle. Every 10 days you can compress that timing is measurable cash velocity.

The fix isn't complicated. It's discipline. Pay apps go out on the same date every month. The PM has a deadline to deliver the package. Accounting has a deadline to send the invoice. The owner knows the date and protects it.

Tied to slow billing: lack of WIP discipline. If your monthly WIP review (covered HERE) isn't happening, your billing isn't keeping pace with the work. You're underbilling without knowing it. The cash is on the table; the invoice isn't.

3. Change orders performed but unbilled

We covered the full breakdown in our change orders and profit fade post. For cash flow purposes, the pattern is simple: work happens in the field that nobody writes up. The cost flows through the job. The revenue never gets billed. You financed the customer's scope expansion at 100% of cost with zero recovery.

A contractor at $30M with 2-3 unbilled change orders per active job, averaging $8K each, can leak $300K–$500K of cash a year this way. That cash isn't just margin. It's cash that should have been collected and wasn't.

4. Retainage modeling missing

Retainage is the silent cash killer in long-cycle work.

On a $4M job at 10% retention, the contractor sees $400K of cash held back across the life of the job. That $400K is released somewhere between final completion and final lien releases. Which could be six months after the job ends.

Most contractors don't model retainage release dates explicitly. They lump it into a vague "we'll get it eventually" bucket. That bucket can swell to $1M-$3M for an active contractor and float for months.

Aggressive retainage management (knowing exactly when each chunk should release, who needs to sign what to trigger the release, and pushing for each one as it becomes due) can pull $200K-$500K of cash forward for most contractors. It's not new money. It's your money that's been sitting somewhere else.

5. Working capital ignored

Most owners think about cash. Fewer think about working capital. They're related but not the same.

Working capital = Current assets − Current liabilities. It's the cushion between what you can convert to cash in the short term and what you owe in the short term.

A construction business needs working capital because of the structural lag between performing work and collecting cash. Without enough working capital, the business has no cushion for normal cash troughs, no buffer for surprises, no ability to take on bigger jobs (which require more mobilization cash), and no resilience.

Most $10M–$70M contractors should be carrying 60-90 days of operating expenses in working capital. Many are running closer to 30 days because the owner has been distributing aggressively or financing equipment in cash.

Working capital gets ignored because it's not on the bank statement. It's a balance sheet number. Owners read income statements; they don't read balance sheets. The contractor who builds working capital intentionally (through retained earnings, sequenced distributions, and disciplined capital decisions) has fundamentally more cash resilience than one who doesn't.

6. Overhead absorbing in the wrong jobs

This one is subtle and it hurts cash because it disguises the true cost of work.

If your overhead isn't being allocated to jobs through a burdened labor rate or an equivalent mechanism, your job-level cost looks lower than it actually is. You bid and price work as if a project costs less than it really does. You get the work because your price looks competitive. You collect cash at the priced amount. Your overhead absorbs the gap somewhere else.

End result: less cash per dollar of revenue than the math suggested. You can't grow your way out of this. Every dollar of new revenue pulls in proportionally less cash, and the cash gap widens with growth.

Proper overhead allocation means a contractor knows what jobs actually cost. Knows what to bid. Knows what cash to expect. Knows where the leak is when one job underperforms.

Retainage: the money you've earned that isn't cash

Worth its own section. Retainage is one of the most expensive structural features of construction cash flow, and it's the one most often handled passively.

What retainage is: A percentage of every invoice (usually 5-10%) withheld by the customer until specific completion milestones are hit. It's a contractual mechanism that ensures the contractor finishes the job.

Why it exists: In a long-cycle business with quality risk and warranty exposure, the customer wants to hold leverage until the work is complete and any deficiencies have been remediated.

What it costs you: The opportunity cost of having that cash unavailable. Plus the working capital it consumes. Plus the time value of money.

Where it hides: On the balance sheet, in an account usually called "Retainage Receivable" or similar. It grows as you bill, and shrinks (in theory) as retainage releases.

The problem in most contractors is that retainage isn't actively managed. The owner doesn't know:

• How much total retainage is outstanding right now
• Which jobs it's tied to
• When each chunk is supposed to release
• Who at the customer needs to approve the release
• Whether anyone has asked for the release recently

The fix is a retainage tracker. A simple sheet that shows, by job, the outstanding retainage balance, the expected release date, and the responsible person on the customer side. Reviewed monthly. Pushed actively.

We've watched contractors pull six- and seven-figure cash forward in a single quarter just by running this discipline for the first time. The money is already yours. It's just sitting somewhere it shouldn't be.

Working capital and what your banker won't tell you

A short story.

A contractor doing $35M in revenue calls us. He's been growing fast. Up from $22M two years ago. Profit looks fine on the P&L. But every quarter, the line of credit balance is higher than the last. He can't figure out why.

We pull his balance sheet. His current ratio is 1.1. That's current assets divided by current liabilities — what your banker uses to measure your short-term cushion.

Translation: he has barely enough current assets to cover his current liabilities. There's no cushion. The business has been growing on the line of credit while he's been distributing the profit. Every dollar of growth has required more working capital, which he hasn't built, so it's coming from the bank.

His banker hasn't said anything because his payments are current and his loan covenants haven't tripped. But the trajectory is clear: at this rate, he hits a cash trough in the next 12 months that the line of credit won't be able to cover.

That story is common. Bankers tell you when you're in trouble. They don't usually tell you when you're heading toward trouble. The covenants are calibrated to protect the bank, not to warn the contractor.

A healthy construction business has:

• Current ratio of 1.5 or higher (1.8+ is stronger)
• 60-90 days of operating expenses in working capital
• Net worth growing year over year
• Distributions sized to leave the business stronger, not weaker

Most contractors growing aggressively are violating one or more of these without realizing it. The cash flow problems show up 12-18 months later when the structural shortage finally surfaces.

This is the lens a Fractional CFO brings that most controllers and bookkeepers don't. The forward-looking math on working capital. The pressure-test on distributions. The hard conversation about whether the growth pace is supportable by the balance sheet.

Six systems. They reinforce each other. A contractor running all six is in a fundamentally different cash position than one running zero or two of them, even at the same revenue and same margin.

When cash flow management is a CFO problem, not a controller problem

The temptation is to delegate cash flow to whoever owns the books. That works for the mechanical part of cash flow. Running the reports, reconciling the bank, updating the spreadsheet.

It doesn't work for the strategic part. Specifically:

• Deciding how much working capital is right for your business. That's a CFO-level decision involving growth plans, bonding capacity goals, risk tolerance, and capital structure.
• Sequencing distributions. When to take cash out, how much, and when to leave it in. CFO conversation, not controller conversation.
• Deciding when to draw on the line of credit and when to push customers harder. Strategic, not clerical.
• Modeling the cash impact of growth scenarios. What does it actually take to get from $30M to $50M? How much working capital build? How much equipment investment? How does that change the cash picture?
• Negotiating with the bank. A CFO talking to your banker about credit facilities, covenant compliance, and growth plans is a different conversation than a controller submitting financial statements.
• Sitting in front of the surety on capacity strategy. Cash flow is upstream of bonding capacity. The contractor with disciplined cash management has more bondable capacity, and that conversation requires a CFO-level view.

This is why we tell contractors with serious cash flow exposure that they don't just have a process problem. They have a leadership problem. The mechanical work is fixable with discipline. The strategic work requires someone in the room thinking forward.

What "good" actually looks like

A contractor running disciplined cash flow management looks different. Here's what good actually looks like at $10M–$70M:

• The owner knows what cash will look like every week for the next quarter. Not approximately. Specifically.
• Cash surprises happen once or twice a year, not once or twice a month. And when they do, the response is calm and pre-thought.
• The line of credit is a strategic tool, used and repaid intentionally. Not a lifeline drawn down in panic.
• Distributions are sized to leave the business stronger over time. Not maximized at the expense of working capital.
• Current ratio is consistently above 1.5. Net worth is growing year over year.
• AR aging is clean. DSO is moving down, not up.
• Retainage is actively managed, not passively waited on.
• Bonding capacity is increasing year over year, not stuck or shrinking.
• The owner sleeps at night.

That last one matters. It's the soft outcome that most owners say matters most once they have it, and didn't realize how much it mattered until they got there.

Frequently asked questions

My contractor friend says cash flow is just the cost of doing business in construction. Is that true?

Partially. The structural difficulty of construction cash flow is genuine. But contractors who say it's "just the cost of doing business" are usually accepting cash pain as normal when it doesn't have to be. The structural difficulty is fixed. The systems on top of it determine whether the difficulty becomes a problem or stays manageable. Two contractors in the same market with the same revenue can have wildly different cash experiences based on the discipline they run.

How do I improve cash flow without giving up growth?

Carefully sequence the growth. Most cash flow crises come from contractors growing too fast for their working capital base. You can absolutely grow, but every new million in revenue typically requires $150K-$250K in additional working capital. Building that working capital alongside the growth (not behind it) is the trick.

Is construction cash flow worse than other industries?

Yes. Structurally. The combination of long-cycle work, percentage-of-completion accounting, retainage, pay-when-paid, mobilization costs, seasonal swings, and dispute exposure is unique to construction. SaaS, ecommerce, manufacturing, and professional services all have shorter, cleaner cash cycles. This is why a generalist Fractional CFO almost never works for construction. The cash cycle dynamics are fundamentally different.

Should I use a line of credit for cash flow?

For predictable, short-cycle cash gaps. Yes, that's exactly what a line of credit is for. The line of credit is a tool. The problem isn't using the line; the problem is needing the line because you didn't see the gap coming. A properly-managed line gets drawn down strategically (you know you'll need it) and repaid systematically. A poorly-managed line gets drawn down reactively and balances climb until the bank starts asking questions.

How long does it take to fix cash flow in a contracting business?

You'll feel meaningful improvement in 90 days. The first month installs the forecast, the second month installs the WIP discipline, the third month surfaces and chases trapped cash. Most contractors find $200K-$800K of trapped cash in the first 90 days that was already theirs. Just sitting in unbilled change orders, slow AR, or stalled retainage. Structural improvement in working capital and bonding capacity takes 12-18 months of disciplined work.

Do I need new software to manage cash flow better?

No. Most contractors can run all six systems in Excel or Google Sheets paired with their accounting system. Software helps at scale, but software isn't the fix. Discipline is. Get the discipline first. Add software later if it earns its place.

Can my CPA help with cash flow?

Partially. Your CPA can give you the historical numbers and the tax-optimal advice. Most CPAs aren't built to run a forward-looking cash forecast with you week by week, or to negotiate with your banker on covenant terms, or to model the working capital impact of doubling revenue. That's CFO work, not CPA work. The lanes are different.

The contractor with cash discipline outlives the one with better margins and worse systems. Every time.

If your business looks profitable on paper but the bank balance never seems to grow, you don't have a margin problem yet. You have a cash problem. The margin problem comes next.

It's Thursday afternoon on a $4M commercial reno. The owner-side PM walks the job with the GC's superintendent and points to a wall.

"Hey, while you guys are here, can you knock that opening over to the corner? Maybe another six feet?"

The super shrugs. "Yeah, no problem. We'll handle it tomorrow."

The crew does the work Friday. Nobody writes it up. The cost, labor plus a little material, runs through the job's books like any other day.

Three months later, the job closes. The final margin comes in at 4 points below estimate.

The owner stares at the variance and can't figure out where it went. Estimating was on. Crews ran efficiently. Subs came in roughly where we carried them. So why is the GP off?

That's where it went.

That, and 25 other little moments like it across the year. Each one a "no problem." Each one unbilled. Add them up and that's two percent of net margin walking out the door.

Let's dive in.

What profit fade actually is

Profit fade is the gap between what you expected a job to make at bid and what it actually made at close. When it shows up on one job, it's a job problem. When it shows up across many jobs, it's a system problem.

The formula is brutal in its simplicity:

• Profit fade = Bid gross profit % − Actual gross profit %

A 22% bid GP that closed at 18% actual GP has 4 points of profit fade.

If that pattern shows up on most of your jobs, you have a structural fade rate in your business. And structural fade rates compound. Every job you take this year is starting from a slightly lower margin assumption than the prior bid, because the estimator is calibrating to the new normal.

CFMA and FMI data has consistently flagged profit fade as one of the leading drags on contractor profitability. Most contractors don't measure it explicitly. They just live with the year-end gap and call it "the way the business runs."

It's fixable. But you have to start by knowing where it's leaking from.

The 5 ways change orders erode margin

Change orders are the single biggest source of profit fade we see in mid-sized contractors. Not the only source. Profit fade also lives in estimating gaps, productivity issues, and overhead absorption, but change orders are where the largest, most fixable leaks are.

Five leak points. They show up in almost every $10M+ contractor we work with.

1. Performed but unbilled (the one that hides in plain sight)

The Thursday afternoon scenario at the top of this post. Work happens in the field. Cost flows through the books. Revenue never gets billed because nobody wrote up a change order.

Every dollar of unbilled change order work is a total loss. Not a partial margin hit. You ate the cost and got zero revenue. The work cost you the full amount.

A contractor doing $30M with 2-3 unbilled change orders per active job, averaging $8K each, can leak $300K–$500K a year this way. That's a full point of net margin gone before any other leak fires.

2. Disputed but never escalated

Contractor performs work. Bills for it. Customer disputes. The bill sits in AR for 90 days. Eventually somebody decides it's not worth the fight and writes it off, or worse, just lets it age out of the AR aging report into the great unknown.

Disputes happen. The problem isn't disputes. The problem is contractors who give up on disputes too easily because the relationship feels more important than the money, or because the PM doesn't want to have the hard conversation, or because there's no internal process for escalation.

If you're routinely writing off disputed work, you're routinely paying your customers to be your customers. Knock it off.

3. Approved scope, never priced

Some contractors actually get change orders approved in writing, but they don't quantify them. The customer signs off on the scope addition. Nobody attaches a number to it. The work happens. The invoice goes out eventually, sometimes weeks later, sometimes at the wrong rate.

Approved but unpriced change orders are an open-ended exposure. The customer doesn't know what they owe. You don't know what you can collect. By the time the invoice goes out, the customer feels surprised and the negotiation starts over.

Every change order should have a written price before the work starts.

4. Priced at cost, not at base contract markup

This is the leak most owners don't see because it looks normal on the surface.

You bid the base contract at a 25% markup. Customer asks for additional scope. PM writes up the change order at cost-plus-10% because "the customer's been getting tight lately and I didn't want to push back too hard."

You just took on additional risk for 15 points less margin than your base scope. Multiply that across the year and you've meaningfully diluted your average margin without realizing it.

Change orders should be priced at the same markup as base scope unless there's a deliberate strategic reason to deviate. Reactively pricing them lower because someone got squishy in a meeting is a $100K+ per year mistake at most $20M+ contractors.

5. Time impact not captured

This one is the most invisible. A change order adds two weeks to the schedule. The contractor prices the direct cost of the additional work. Labor, materials, equipment, and bills it cleanly.

What doesn't get billed:

• The extended general conditions for two more weeks (PM time, super time, jobsite trailer, jobsite utilities)
• The lost productivity from re-sequencing the crew around the new work
• The schedule impact on the next job that was supposed to start when this one finished
• The cost of carrying the bond, insurance, and overhead an extra two weeks

Those costs exist. They're sitting on your P&L. They're not on the change order. So your margin on the change order looks fine on paper and the business is absorbing the schedule impact.

Capture time impact. Always.

The number nobody runs: change order margin vs. base contract margin

Here's a simple exercise we run with new clients. It usually changes the conversation.

Pull all the change orders from the last 12 months. Calculate the gross margin on them as a group. Then compare it to the gross margin on the base contracts from the same jobs.

You'll see one of three things:

• Change order margin matches base margin. Your change order process is working. You're disciplined on pricing and capture. Keep doing what you're doing.
• Change order margin is 5-15 points lower than base margin. Common. Means you're pricing change orders reactively or absorbing some unbilled work. Fixable in 6 months with a tighter process.
• Change order margin is 15+ points lower than base margin. Also common, especially in $10M–$20M contractors. Your change orders are quietly draining the business. This is the leak.

We've yet to see a contractor where change order margin was higher than base margin. Which is interesting, because in a well-run contractor it would be the same number, or higher, since the customer is captive and you have pricing power they don't have on a competitive bid.

Run this calculation once a year at minimum. If you can't pull the numbers, that itself is a finding.

The change order process that actually protects margin

Here's the 5-step process that closes the leaks. Each step assigns ownership and creates accountability.

Step 1: No work starts without written authorization

Period. No exceptions. "We'll handle it tomorrow" stops being an acceptable answer.

Your PM gets a request in the field, he says something like:

"Yeah, we can do that. Let me write up the change order tonight and I'll send it over in the morning. As soon as it's signed, we'll get on it."

Cultural shift. Every PM has to be on board. The owner has to back the PM up when a customer pushes back. "This is how we run jobs."

Step 2: Same markup as base scope unless intentionally adjusted

The default rate for change orders is your base contract markup. Deviation from that requires a conversation with operations leadership, not a PM's individual judgment call. Most PMs will discount because it feels easier in the moment. The default has to be the right number.

Step 3: Time impact captured separately from cost impact

Two line items on every change order:

• Direct cost impact (labor, materials, equipment for the new work)
• Schedule impact (additional general conditions, productivity loss, extended overhead)

Both get priced. Both get on the change order. The customer can negotiate one or the other, but they can see both.

Step 4: Billed on the next pay cycle, not at job close

Change orders should hit the next pay application, not get bundled into the job close. The longer the lag, the harder collection gets and the more cash you're financing.

If your billing process can't accommodate change order billing on a 30-day cycle, fix the billing process. That's a fixable problem.

Step 5: Reviewed in monthly WIP: change order margin reconciled

In the monthly WIP review meeting we covered in our WIP schedule post, one of the standing agenda items should be: Change order activity this month. What was approved, what's outstanding, what's been billed, what hasn't been.

That standing agenda item is the forcing function. If nobody asks the question monthly, the change orders quietly drift.

Why profit fade hides until year-end (and how to make it visible monthly)

Here's the core problem: profit fade is a trailing metric. By the time you can measure it definitively, at job close, when you have actual costs and actual revenue, it's already done.

The way to surface it monthly is in the WIP. Specifically, by tracking estimated total costs at completion every month and comparing the trajectory to the original bid.

If a job's estimated total cost is creeping up month over month and the contract value isn't moving with it via change orders, your projected GP is shrinking. That's profit fade in progress.

Catching it in month two means you can adjust crews, push for unapproved change order recovery, escalate disputed billings, or have an honest conversation with the customer about the scope reality. All of those are options while the job is active.

Catching it at year-end means absorbing it. There are no options at year-end.

This is why the monthly WIP review meeting matters so much. It's the feedback loop that turns profit fade from a year-end surprise into a month-by-month management decision.

Bonding consequences

One more layer most contractors miss.

Your surety reads profit fade history as a management quality signal. Specifically, they look at:

• Average variance between estimated GP and final GP across your closed jobs
• Frequency of jobs that close below bid margin
• The size and nature of the largest variances

If your portfolio shows a consistent 3-5 point fade across closed jobs, the surety reads that as estimating or execution discipline gaps. They underwrite future bonding capacity with that data in mind. Lower capacity. Higher conservatism.

If your portfolio shows that closed jobs come in at or above bid margin consistently, the surety reads that as management quality. Higher capacity. More benefit of the doubt.

Frequently asked questions

How do I get a customer to sign a change order before work starts?

By setting the expectation in the original contract, training your PMs to enforce it gracefully, and having a script your team uses consistently. The line is: "We'd love to handle that. Let me get the change order written up so we can get on it as soon as you sign it." That's polite, professional, and non-negotiable. Most customers respect contractors who run their business this way.

Is verbal authorization ever OK?

In an emergency, a safety issue, an immediate scope conflict on site, sometimes you have to act and document later. For anything else, no. The contractors that allow "verbal change orders" as a habit are the contractors with the worst profit fade. The exception is the rule disguised as a convenience.

Should I bill change orders separately or in pay applications?

In the pay application, on a separate line. That keeps the customer's billing process simple (one invoice per month) and gives you clean visibility on change order revenue separately from base contract revenue. Internally, you should track them as separate revenue streams for the margin analysis.

Do I lose markup if I do change orders at cost?

Yes. And there's almost no good reason to do change orders at cost. The customer initiated the change. You're absorbing additional risk to accommodate it. The risk has a price. Price it.

What if my customer is a big GC who pushes back on change order markup?

This happens. Sometimes you have to negotiate. Sometimes you decide the relationship is worth a margin concession on a specific change. The mistake is making that concession the default instead of the exception. If your big GC customer has trained your team to discount every change order, that customer is reducing your structural margin and you need to either renegotiate the relationship or rethink the customer.

Should small change orders ($500-$2,000) get the same process?

Yes. The small ones add up. We've seen contractors leak $200K+ a year on change orders that were individually under $2K. The process should be lightweight for small changes. A one-page form or a quick email confirmation works, but the rule (no work without written authorization, at base markup) should apply.

Change orders should add profit, not quietly drain it. If yours are running at a margin you wouldn't accept on a base bid, your process is doing the bleeding.

The construction industry averages 5-6% net profit. Top-quartile contractors hit 10-12%. That gap, five points on every dollar, is the difference between a business that funds growth and one that funds your stress.

The thing is, most contractors don't actually know which side of that line they're on. They know what their revenue is. They know what their bank balance looks like. They have a vague sense that things are "going pretty well" or "tighter than it should be."

Then year-end comes, the financials hit the desk, and the net margin number lands somewhere between 2% and 4%. Womp womp.

The owner stares at it and thinks the same thing he thought last year. "I need to grow."

Here's the truth: growing revenue at 3% net just amplifies the chaos. You can't growth-out of a margin problem. You have to fix the margin.

Let's dive in.

The numbers that matter

Two numbers to get straight before we go any further:

Gross margin (GP%) = (Revenue − Direct job costs) ÷ Revenue. Job costs being labor, materials, subcontractors, equipment, and direct project overhead. This is the project profitability number.

Net margin = (Revenue − All costs including G&A) ÷ Revenue. After everything. This is the business profitability number.

Sometimes you'll also hear about EBITDA margin. Earnings before interest, tax, depreciation, and amortization. That's closer to a true cash profitability picture for the business, and it's the one M&A buyers care about. But for most operating decisions, gross margin and net margin are the two to track.

Now the industry benchmarks. These are pulled from a combination of CFMA annual financial benchmarking surveys, FMI Corporation industry data, and AGC reports. The numbers move a little year to year, but the patterns are remarkably consistent.

A few patterns worth noting:

• Specialty trades carry higher gross margins than GCs. They're putting their own labor and markup on the work instead of subbing it. The tradeoff is operational complexity.
• Civil tends to outperform commercial GC on net margin. Equipment-heavy, but the pricing power on heavy civil work is structurally better.
• Residential remodelers post the highest gross margins but also the highest overhead drag and lowest backlog visibility. Different shape, similar end profit number.
• Top quartile is roughly 2x the average net margin in every segment. That's not a coincidence. It's a systems gap.

Why "industry average" sucks

The temptation when you see "average net margin: 5%" is to look at your 4.5% and feel okay about it. You're close to average. Slightly below, but you're in the neighborhood.

Hard pass on that framing.

Average means you're surrounded by contractors who are running mediocre financial systems. The average pulls in the businesses that close out 30% of their jobs under bid margin. The average includes the contractor who hasn't actually run a WIP review in two years. The average includes the businesses that will go under in the next cycle.

Average is not where you want to be benchmarked. Top quartile is where you want to be benchmarked.

And top quartile isn't a magic state for businesses that are "lucky" or have some special advantage. Top-quartile contractors are running specific business systems that the average contractor isn't running. The systems are knowable. The systems are buildable. The contractors running them are pulling the industry average up while everyone else accepts mediocre numbers as normal.

Where the missing points actually go

Here's the question we ask every prospect on a discovery call:

"You bid jobs at what gross margin?" Most contractors at $10M–$70M say somewhere between 18% and 28%, depending on segment.

"What do you bank in net margin at year-end?" The answer is almost always somewhere between 2% and 5%.

So where do those 15-25 points go between bid and bank?

Six honest leaks. They're not a secret. They're just usually not measured.

1. Estimating accuracy gaps

You bid 22% GP. The job comes in at 17% actual GP. The estimator was 5 points off. Labor productivity was lower than estimated, material prices moved, the schedule slipped, subs came in higher than carried.

Average across a year, on average jobs, that's 3-4 points of margin lost before execution even starts. Top-quartile contractors run a tight estimating-to-actual feedback loop where every closed job's variance gets fed back into the next bid. Average contractors don't.

2. Profit fade

We covered this in depth in our WIP schedule explainer. Costs creep up during execution. Estimated total cost at completion drifts higher month by month. Projected GP shrinks. The contractor who catches it in WIP month two fixes it. The contractor who finds out at year-end doesn't.

Profit fade is the difference between catching the problem and absorbing it. Two to four points of margin can walk off in profit fade in a year on a poorly-run WIP cycle.

3. Change orders performed but unbilled

Field PM gets asked Thursday to add a small scope item. "Yeah, no problem." Crew does the work Friday. Nobody writes it up. Three months later the job closes. The cost is in the books, the revenue isn't. The whole margin walks.

Or change orders that are billed, but priced at cost or close to it. Because the PM wasn't paying attention to markup discipline. Change orders should be priced at the same markup as base scope. We dug into the whole pattern in our change orders and profit fade post.

Two points of margin live here for many contractors.

4. Overhead that's miscategorized

Office time spent estimating, supervising, problem-solving. That's overhead. Some of it absorbs into G&A and stays there. Some of it should be allocated to specific jobs (or to a burdened labor rate — the true cost of an hour of labor including taxes, benefits, and supervision overhead) so the job profitability accurately reflects the cost of supporting it.

Most contractors don't do this allocation cleanly. The total margin doesn't change, but the WIP and job profitability reports become misleading. The WIP looks healthier than it should, and the year-end net margin is lower than the WIP suggested all year. You can't fix what you can't see clearly.

5. Cost-of-cash on slow-paying jobs

This is the silent one. If you're financing a slow-paying customer with your own working capital, you're paying interest on a line of credit because of it. That interest is an actual cost of the job — even though it shows up as interest expense on the P&L, not as a job cost. Almost no contractor traces it back to the job. So the job looks profitable on the GP line and is actually less profitable in net terms.

A job with a 70-day collection cycle, financed off a 7% line of credit, costs you about 1.3% of contract value in interest. On a $5M job, that's $65,000. Not a rounding error.

6. Normal G&A overhead

Even a tight business carries 7-10% of revenue in G&A — office, admin, owners' comp, software, insurance, sales and marketing. That's the structural cost of running a business, and it's the biggest single gap between your actual GP and your net margin. Top-quartile contractors get G&A as a percentage of revenue down by 1-2 points through scale and discipline. Bottom-half contractors carry G&A drift — software they don't need, headcount they grew into casually, owner expenses that should be distributions instead of business expenses.

Eight to nine points sit here for most contractors.

Add it up: 3 + 3 + 2 + 1 + 9 = roughly 18 points between bid and bank. That's how 22% becomes 4%.

Now, do top-quartile contractors eliminate all of these? No. But they're systematically smaller in every category. Estimating variance is closer to 1 point. Profit fade is closer to half a point. Change orders are captured. Overhead is allocated cleanly. Cost-of-cash is managed because cash itself is managed. G&A is held to 6-7%. That's how the gap to 10%+ net gets closed.

The owner mindset shift

Here's the harder part of this conversation.

Owners stuck at 3% net think they need more revenue. The instinct is to grow out of the problem. Take on more work, win more bids, hire more PMs, expand the geography.

Owners hitting 10% net know they need better systems. Same instinct that comes through the door at every revenue level looks different depending on what the owner has figured out.

Revenue growth at 3% net just amplifies the chaos. Bigger numbers in. Bigger numbers out. Same proportional drama. More risk because you're financing more jobs at the same broken cycle. We covered this exact theme in the $10M Wall post. Most contractors plateau there for exactly this reason.

Margin growth at 3% net to 6% net on the same revenue doubles the profit. Margin growth from 6% to 9% on the same revenue increases profit by 50%. None of that requires winning new work, hiring new PMs, or expanding geography. All of that requires running the business differently with what you already have.

That's the shift. And it's the harder one because it requires the owner to stop hunting for the next bid and start fixing the system underneath the current ones.

How top contractors actually run the playbook

Six business systems. The contractors who run them well hit 10%+. The ones who don't, don't.

1. Disciplined monthly WIP review. Every active job, every month, with finance + ops + estimating in the same room. We covered the full playbook here.
2. Tight estimating-to-actual feedback loop. Every closed job's variance vs. bid gets reviewed. The estimating model improves over time. Bid quality goes up.

That's the playbook. None of it is mysterious. Most of it isn't even hard. It's just consistently not done in average contractors, and consistently done in top-quartile ones.

What a 5-point margin improvement is actually worth

Let's run the math.

A $30M civil contractor moving from 4% to 9% net adds $1,500,000 to the bottom line in 12 months.

Same revenue. Same crews. Same equipment. Different systems.

That $1.5M can:

• Fund a bonus pool that retains top PMs and estimators
• Cover the working capital build needed for a bonding capacity increase
• Pay off the line of credit and stop paying interest
• Fund the next equipment buy in cash instead of financing
• Get distributed to the owner (responsibly, after working capital is healthy)

Is 10% net realistic in commercial GC work?

Top-quartile commercial GCs hit 8-11% net consistently. The structural margins are tighter than civil or specialty trades, but the system discipline matters just as much. We've seen $50M commercial GCs running at 9%+ net consistently. It's not the most common segment, but it's absolutely achievable.

What's a healthy gross margin for civil construction?

Heavy civil and site work contractors typically run 18-25% gross margin, with top-quartile contractors holding 22-26%. Site work specifically (utilities, grading, paving) tends to run a bit higher than heavy highway and bridge work. Equipment-heavy operations create both pricing power and overhead drag.

Why does my CPA say my margins are fine?

Your CPA is measuring you against industry tax returns, which means against the average. The average is mediocre. CPAs aren't paid to challenge your margin trajectory. That's not their lane. A construction-specific Fractional CFO is. Different relationship, different mandate, different outcomes.

How long does it take to move 5 points of margin?

Realistic timeline: 12-18 months of disciplined work. The first 90 days install the systems (WIP cadence, cash forecast, change order process). The next 6-9 months show up in cleaner job execution. The full 5-point movement usually shows up in the second year, when the system has been compounding for long enough to see the year-over-year delta. Some clients see it faster.

Can I get to 15% net margin?

In some segments, yes. Some specialty trades and residential remodelers do hit 12-15% net. For most commercial GC and heavy civil work, 10-12% is the realistic ceiling without significant scale. Don't anchor on 15% if you're in a 10%-ceiling segment. Anchor on top-quartile for your segment.

Is bigger always more profitable?

No, and this is the trap that catches a lot of contractors. Net margin doesn't scale linearly with revenue. A well-run $25M contractor can easily out-earn a poorly-run $60M one. Margin first, then growth.

If you're at 3% and your peers are at 9%, the difference isn't luck. It's six business systems.

The contractors that build them stop wondering where the money went. The ones that don't keep growing revenue and shrinking margin until something breaks.

That's how revenue ceilings get set. Not by what jobs are available. By what jobs your bonding capacity will let you chase.

The good news: bonding capacity is one of the most fixable problems in a construction business. It just takes the right work, in the right order, over the right time horizon. We're going to walk through exactly that.

Let's dive in.

Why bonding capacity is really a financial-discipline scoreboard

Most contractors think of bonding agents and sureties as gatekeepers. People standing between the contractor and the next bid. That framing isn't wrong, but it's incomplete.

Sureties are bankers in a different uniform.

When a surety underwrites your business, they're answering one question: if this contractor wins this job and runs into trouble, can we recover what we'd have to pay to complete the work? They're underwriting credit risk on a project-specific basis.

The way they evaluate that risk is the classic three Cs of surety credit. Character, Capacity, and Capital.

• Character = your reputation, history, and integrity. The relationships you've built. Whether your name has ever been on the wrong side of a contractor failure.
• Capacity = your operational ability to complete the work. Crews, equipment, project management depth, backlog quality.
• Capital = your financial position. Working capital, net worth, profit history, the integrity of your financial statements.

Two of those three are financial discipline. And the third, character, is partially built by demonstrating the first two over time.

So when we say bonding capacity is a financial-discipline scoreboard, we mean it literally. The surety isn't grading you on your construction work. They're grading you on how well you run the business behind the construction work.

Fix the financial discipline. The capacity follows.

What sureties actually look at

When a surety is evaluating your capacity, they're reading a specific set of documents and metrics. Knowing what they're looking at is half the battle.

Working capital. Current assets minus current liabilities. The cushion that absorbs hits. Sureties have minimum working capital ratios they need to see relative to the size of your aggregate program.

Net worth. Total equity in the business. Demonstrates accumulated retained earnings and the owner's commitment to leaving capital in the business instead of pulling it out.

Profit history. Three to five years of profit-and-loss trend. Consistency matters as much as the absolute number. A contractor with three years of 4% net is often more bondable than one with two years at 8% and one year at -2%.

WIP accuracy and consistency. Sureties read your WIP harder than you do. We covered that in our WIP schedule deep dive. They want to see clean categorization, no missing jobs, projections that hold up, and a profit fade history that demonstrates management discipline.

Backlog quality. Not just total backlog dollars. quality. A $40M backlog with one customer at 70% concentration is riskier than a $30M backlog spread across eight customers. Margin profile across the backlog matters too.

Equipment and asset position. Sureties want to see whether you have the operational capacity to complete the work without scrambling. Owned equipment, leased equipment, and how clean the balance sheet is.

Personal financial statements. For most contractors at $10M–$70M, the surety is also looking at the owner's personal financial statement. Personal indemnity is still standard practice. Your personal cash, debt, and net worth factor into the underwriting.

Year-over-year consistency. Big swings in any of the metrics above raise flags. A consistent, predictable, slightly-growing business gets credit a wildly-growing-then-shrinking one doesn't.

The 7 levers that move bonding capacity

If you want more capacity, these are the seven levers worth pulling. In rough order of impact:

1. Strengthen working capital

Working capital is the single biggest lever for most contractors. There are three honest ways to build it:

• Retain earnings. Pull less out of the business in distributions. Yes, this hurts. It's also the cleanest way to move the number.
• Reduce non-essential outflows. Defer equipment purchases that don't have an immediate ROI. Reconsider real estate moves. Keep the business lean while you're building.
• Capital injection. Sometimes the owner needs to put cash back into the business. Reverse distribution, essentially. Awkward but effective.

What sureties are not looking for is a working capital number that's been goosed by year-end window dressing. They'll see through that. The number needs to hold up and be sustained.

2. Get audited or reviewed financials

If you're running on compiled financials (the lowest level of CPA assurance), your bondable capacity is capped well below your actual potential. Reviewed financials open the door. Audited financials open it wider.

The cost of an audit is meaningful. Usually $25K–$60K for a contractor at this size, and most owners resist it. The math is straightforward though: if reviewed or audited financials move your bonding capacity from $15M aggregate to $30M aggregate, the audit pays for itself the first year you write a job you couldn't have bid before.

3. Clean up your WIP

We can't repeat this one enough. The WIP is the document the surety reads most carefully. If yours has stale projections, missing jobs, inconsistent categorization, or a history of profit fade, you're losing capacity you don't have to lose.

A clean WIP is:

• Reconciled monthly to the general ledger
• Updated with current cost-to-complete estimates
• Free of stale jobs that should have been closed out
• Showing change orders properly captured
• Demonstrating consistent profit performance vs. bid

If yours isn't all five of those, that's your starting point.

4. Collect AR faster

Days Sales Outstanding (DSO) is a surety signal. A contractor with 75-day DSO is signaling that he either has slow-paying customers or weak collections discipline. Both bad for bonding.

Tighten the AR. Get the pay app process faster. Chase overdue invoices. Reconsider customers who consistently pay late. Each of those moves your working capital and your DSO at the same time. We covered the broader cash flow context in our 13-week cash flow forecast post.

5. Reduce overbilling exposure

This one is counterintuitive. Healthy overbilling helps cash flow. But on the surety's balance sheet adjustments, overbillings get discounted, sometimes 50%, because they represent work not yet performed.

If your working capital looks healthy only because of large overbillings, the surety doesn't see it the way you do. They strip the overbilling out and you're left with a thin position.

Strategy: keep overbilling reasonable, especially at year-end. Bigger jobs further along in completion are stronger surety positions than smaller jobs heavily front-loaded.

6. Manage backlog quality, not just quantity

A diversified backlog is a more bondable backlog. Specifically:

• No single customer over 25-30% of total backlog
• A mix of contract sizes
• A mix of contract types
• Some recurring or service work alongside lumpy project work

If your backlog is one fish, the surety underwrites you against the risk of that fish swimming away.

7. Diversify project types and customers

Adjacent to backlog quality but broader. Sureties read concentrated portfolios as risky. A contractor doing 80% public school work is more vulnerable to a single-source disruption than one doing 25% schools, 25% municipal, 25% private commercial, 25% institutional.

You don't need to diversify for diversification's sake, but the surety underwriting will reward businesses that are intentionally building a balanced book.

What kills bonding capacity quietly

The flip side. Patterns that quietly degrade your capacity without you realizing it:

• Profit fade history. Repeated jobs closing under bid margin = management quality signal to the surety. Even one bad year of profit fade can take 12-24 months to undo in their eyes.
• Overbilling on long-cycle work. Heavy overbilling on a job with 18 months of runway makes the surety nervous. The further out completion is, the more they discount the overbilling.
• Loans to related parties. Money loaned to the owner, family members, or related entities is treated as suspect by sureties. They want to see capital working in the business, not parked elsewhere.
• Inconsistent year-over-year financials. Big swings in revenue, margin, or working capital get red-flagged regardless of direction.
• Owner distributions taken right before year-end. This is one of the most common patterns we see. Owner distributes aggressively in November, financial statements close in December with a thinned-out balance sheet, surety underwriting for the next year takes a hit. Don't do this.
• Big single-job losses. A single job that closes 20+ points under bid margin is a multi-year capacity drag. Sureties remember.

The 12-month playbook

Most contractors who hit a bonding ceiling try to fix it 60 days before they need the capacity. By then it's too late. The financials are already what they are.

Here's the 12-month playbook a Fractional CFO would run with you:

Q1: Clean up WIP, tighten AR

• Reconcile WIP to the GL every month
• Catch up unbilled change orders
• Push DSO from wherever it is toward 45 days
• Run the monthly WIP review meeting with operations and estimating

Q2: Move from compiled to reviewed (or reviewed to audited) financials

• Engage CPA firm for next-level assurance
• Coordinate the audit/review prep
• This is the biggest single capacity unlock for most $10M–$25M contractors

Q3: Working capital build

• Reconsider any non-essential distributions for the rest of the year

This isn't theoretical. It's exactly what a construction CFO does for a contractor pursuing capacity. The work is substantial, but it's also entirely fixable. Twelve months of disciplined work can move single-project capacity by 50-100% for many contractors.

Working with your surety like a partner, not a vendor

Last piece. The relationship matters.

Most contractors interact with their bonding agent transactionally. When they need a bid bond, when they need a P&P bond, when capacity becomes a constraint. That's the wrong model.

The contractors who get the most capacity treat the surety relationship the way they treat their banker relationship: annual face-to-face meetings, regular updates, no surprises.

A surety who hears from you twice a year, once for year-end statements and once for a strategy conversation, knows your business. They underwrite you with context. They give you the benefit of the doubt when one job runs over.

A surety who hears from you only when you need capacity is underwriting a stranger. They protect themselves with conservatism.

Build the relationship before you need it.

How long does it take to actually increase bonding capacity?

Meaningful capacity increases take 9-18 months of consistent work. You can sometimes get a modest bump faster. A contractor with strong fundamentals who just needed cleaner financials might see a 20-30% increase in 6 months. But meaningful capacity increases (50% or more) take a year-plus of disciplined work.

Does my personal credit matter?

Yes. Most sureties require personal indemnity from owners on bonded work, which means your personal financial statement and credit profile factor in. The strength of your personal balance sheet supports the business's bondable position.

Can I switch sureties to get more capacity?

Sometimes, but be careful. Switching sureties resets the relationship. A new surety doesn't know you and will underwrite conservatively. The contractors who successfully switch usually do it because they've outgrown their current surety's appetite for their size, not because they're trying to escape an underwriting decision. Talk to your bonding agent before pulling that trigger.

Why does my surety care about my WIP overbillings?

Because overbilled cash represents work not yet performed. If the contractor were to fail, the customer is owed that work, and the surety has to fund it. Heavy overbillings reduce the surety's view of your actual working capital position. We dig deeper into the WIP angle here.

Should I get bonded if I'm not doing public work?

If you're doing any commercial GC work over $1M, the answer is probably yes. Even if it's not required. Bondability is a credibility signal to private owners and GCs. It also forces the financial discipline that makes the whole business better.

My bonding agent says I'm at capacity but my business is growing. What now?

Usually a sign you need a Fractional CFO. The financial work to support a capacity increase is exactly the work a construction CFO does. Tell your bonding agent you're going to spend the next 12 months building toward a higher capacity number, and bring them along on the plan.

Bonding capacity isn't a bonding-agent problem. It's a financial-discipline problem. Fix the discipline and the capacity follows.

Of all the financial documents in a construction business, the WIP schedule is the single most important, and the single most misunderstood.

Done right, it tells you whether you're actually making money on every active job right now. In real time. Before the loss has a chance to bury itself.

Done wrong, or worse, not done at all. It's the document that quietly hides the loss until the year-end financials show up six months later and the conversation with your CPA starts with "So… we're going to need to talk about a few of these jobs."

We've watched 8-figure contractors run into walls because nobody was reading the WIP right. We've also watched contractors at the same size avoid those walls because someone was. Same industry, same conditions, different outcomes, and the WIP schedule was the gauge that separated them.

Here's how to actually read one.

Let's dive in.

What WIP actually means

WIP stands for Work In Progress. In plain English, it's a table (usually a spreadsheet, sometimes a report from your accounting system) that shows every active job on your books at a single point in time.

For each job, the WIP schedule shows:

• What the contract is worth
• What you've spent on it so far
• What you think it'll cost in total
• What percentage complete you are based on cost
• How much revenue you've actually earned (which is different from how much you've billed)
• How much you've billed
• The gap between what you've earned and what you've billed

That gap, between earned revenue and billed revenue, is the part nobody wants to read but everybody should.

If you've earned more than you've billed, you're underbilled. You've done the work but haven't billed for it. Your billing is behind the work.

If you've billed more than you've earned, you're overbilled. You've collected cash for work you haven't done yet. Your billing is ahead of the work.

Both are normal in some scenarios. Both can also be deadly in others. The trick is knowing which is which.

The percentage-of-completion method, without the headache

WIP is built on a method called percentage of completion (POC). It's the accounting method most $10M+ construction contractors are required to use, and the only one that actually tells the truth about an active long-cycle job.

Here's the math in one paragraph:

• Costs incurred to date ÷ total estimated costs at completion = % complete
• % complete × contract value = earned revenue
• Earned revenue − billings to date = over- or underbilling

Let's walk through an example. Say you have a $1,000,000 job. You estimated total costs of $850,000. You've spent $425,000 to date. You've billed $600,000.

• $425,000 ÷ $850,000 = 50% complete
• 50% × $1,000,000 = $500,000 earned revenue
• $500,000 earned − $600,000 billed = $100,000 overbilled

You've collected $100K of cash for work you haven't done yet.

Now flip it. Same job, same costs, but you've only billed $440,000.

• 50% complete
• $500,000 earned revenue
• $500,000 earned − $440,000 billed = $60,000 underbilled

You've done $60K of work the customer hasn't paid for yet, and probably doesn't even know about, because you haven't sent the invoice.

Same job. Two completely different cash and financial stories. The WIP is what surfaces the difference.

Overbilling: when it helps and when it kills you

Overbilling isn't automatically bad. In fact, smart front-loading on a draw schedule is healthy financial management.

When you negotiate a schedule of values that's weighted toward the early phases of work (mobilization, site prep, foundations), you're deliberately accelerating cash inflow before you spend the heavy cost. That cash funds the next job's mobilization, keeps the line of credit balance low, and gives you working capital you didn't have to borrow.

That's a feature, not a bug. We coach contractors on how to do it well.

Here's where overbilling becomes the slow-motion killer though. When the owner starts thinking the overbilled cash is profit.

We worked with an 8-figure mechanical contractor a few years back where the owner kept looking at the bank balance and assuming the company was crushing it. He was distributing aggressively, buying equipment in cash, paying out generous bonuses. The bank balance kept refilling because new jobs kept overbilling at mobilization.

The problem was the first jobs in the cycle were running over budget. The overbilled cash from new jobs was funding the cost overruns on old jobs. The company looked healthy on the bank statement and was bleeding to death in the WIP.

That's called job borrow. It's the slow-motion failure that takes down contractors that on paper look strong.

The test: if your overbilled position keeps growing and your gross margin on closed jobs keeps falling, you're not doing healthy front-loading. You're job borrowing. And it always ends the same way.

Underbilling: the silent margin killer

If overbilling is the loud killer that takes down 8-figure contractors, underbilling is the quiet killer that strangles them in the night.

Chronic underbilling means you're financing the job for your customer. Every dollar you've earned but haven't billed is a dollar of your cash being used as the customer's working capital. That money is funding your customer's business and not yours.

Why does underbilling happen? Always one of these:

• Slow billing cycles. The PM doesn't get the pay app to accounting on time. Accounting doesn't get it out on time. The invoice goes out two weeks late, every month.
• Unbilled change orders. Work was performed in the field but never made it into a written change order. The cost is in the books. The revenue isn't. We covered this whole pattern in our change orders and profit fade post.
• Unbilled retainage. Retainage owed but never actually invoiced.
• Disputed work. The customer is contesting a portion of the bill. The contractor is working on the rest of the job but hasn't billed the disputed portion. It just sits there.
• Pure process failure. Nobody owns billing as a discipline.

CFMA and FMI data consistently shows cash flow as the leading cause of contractor failure, and underbilling is one of the most common patterns inside that failure. The work is good. The estimating is good. The crews are good. The billing is slow. The cash doesn't arrive. The contractor runs out of runway.

You can be the best contractor in your market and go out of business because nobody invoiced.

How to read a WIP schedule line by line

This is the section worth bookmarking. Here's what every column on a WIP schedule means and what to actually look for.

A clean construction WIP has these columns, in roughly this order:

Now, the patterns to flag:

Estimated total costs creeping up month over month, with no offsetting change order revenue. That's profit fade in motion. The job is running over and nobody priced the overage into the customer.

A job that's been at the same % complete for two months. Either the job is stalled or the costs aren't being booked correctly. Both are problems.

A persistent underbilling on a fast-cycle job. Billing should be at least keeping pace with the work. Persistent underbilling = billing process failure.

A persistent overbilling that grows over time. Especially on a slow-cycle job. That's either intentional front-loading (fine, but track it) or job borrow (not fine).

Costs incurred that exceed estimated total costs at completion. You're past 100% complete on cost but the job isn't done. The estimate needs to be updated immediately, and you need to know why it was wrong.

Profit fade and WIP

This deserves its own section because it's one of the most expensive patterns in construction.

Profit fade is when your estimated job margin shrinks over the life of a job. You bid a job at 22% GP. By month three the estimated total costs have crept up and the projected GP is 18%. By month five it's 14%. By close it's 9%.

That's 13 points of margin that walked off the job.

Where did it go?

• Costs in the field exceeded estimate (labor productivity, material price increase, weather, rework)
• Change orders were performed but not priced into a CO at the same markup
• Overhead absorption was wrong at the time of bid
• Estimated total costs were too optimistic at the start

The WIP is where profit fade shows up first. Contractors who run a tight monthly WIP review catch it in month two. Contractors who don't catch it in month nine. When the year-end close strips it from the books and the owner finds out at the tax meeting.

The contractor who catches it monthly can adjust crews, push for unapproved change order recovery, escalate disputed work, and protect the next bid by tightening the estimating model. The contractor who finds out at year-end has none of those options.

Why your surety is reading WIP harder than you are

Here's a thing most contractors don't realize: your bonding agent is reading your WIP more carefully than you are.

Sureties use the WIP to calculate your bonding capacity. Specifically, they look at:

• Total backlog (sum of revised contract values minus earned revenue)
• Working capital position (and how it adjusts for over/underbilling)
• Profit fade history (have your closed jobs come in at bid margin or below?)
• Job concentration (any one customer or job too large relative to the portfolio?)
• Overbilling exposure (sureties discount overbillings because that cash represents work not yet done)

A surety reads your WIP for management quality. Consistent profit fade tells them you can't estimate or you can't execute. Sloppy WIP categorization tells them your operations are a mess. Aggressive overbilling tells them you're financing your business off customer money.

You don't see the WIP as a sales document for your bonding capacity. The surety absolutely does.

The monthly WIP review meeting

If you take one operational change from this post, take this one:

Once a month, every active job goes through a 60-minute WIP review meeting with Estimating + Operations + Finance in the same room.

For each job:

• What was the estimated total cost at completion last month?
• What is it this month?
• If it changed, why?
• Are there any unapproved change orders we should be pushing on?
• Is billing keeping pace? Why or why not?
• What's the projected GP at completion?
• What action are we taking before next month's meeting?

This single meeting separates $25M+ contractors from $10M ones. It's where profit fade gets caught. It's where unbilled change orders get assigned to someone with a deadline. It's where the estimating team gets feedback on what they missed in the original bid. It's where the operations team gets accountability for the cost trajectory of their jobs.

Frequently asked questions

Cost-to-cost vs efforts-expended percentage of completion. Which should I use?

For most construction, cost-to-cost (costs incurred ÷ total estimated costs) is the standard and what your CPA and surety will expect. Efforts-expended methods (labor hours, units installed) can be used in specific scenarios. Heavy civil with discrete unit-based work, for example. Default to cost-to-cost unless your CPA has a reason to deviate.

When does a job belong on WIP vs off?

Active jobs over a meaningful size. Usually anything over ~$100K in contract value, or any job that will span more than one accounting period. Service work, short T&M jobs, and small repairs that close within the same accounting period generally don't need WIP treatment. The threshold should match your business. How do I handle unapproved change orders?

Carefully. Unapproved change orders are revenue you've earned but the customer hasn't formally agreed to. Some accountants book them at 100% confidence, some at 0%. The right answer is somewhere in the middle and varies by customer relationship. The safer approach: don't book unapproved change order revenue, but track it separately so you know what's at risk. And get them approved.

Should small jobs be on WIP?

No. Anything that will be billed and closed within the same accounting period doesn't benefit from POC accounting. Service work, short T&M jobs, and small repairs are accounted for as completed contract or straight invoicing.

My WIP and my financials don't match. What's wrong?

This is one of the most common problems in mid-sized contractors. It usually means the WIP was built outside the accounting system instead of from it. Or the schedule of values for billing doesn't tie to the cost categories on the job. Or there's a timing mismatch between when costs are booked and when the WIP is run. A monthly reconciliation between WIP and the GL is non-negotiable. If yours doesn't tie, something is wrong upstream.

Who should own the WIP?

The controller or the bookkeeper builds it. The Fractional CFO reads it strategically with the owner and the operations team. The PMs own the inputs (costs to complete estimates, change order tracking). Three different roles, one document. If one of those roles isn't filled, your WIP is missing a leg.

The WIP isn't an accounting exercise. It's the operational gauge that tells you whether your business is actually making money. Job by job, week by week, before the financials show up to confirm it.
